and retailers bounced back during the second quarter after being hit hard as the pandemic ripped through the U.S. last year. That group of businesses posted its second-highest quarterly profit in data going back to the middle of 2009 and helped fuel a 21% gain in Berkshire’s total operating profit during the period.</p>\n<p>“It’s all of the other old economy, manufacturing, service, retailing, transportation businesses that just really reflect the broad economic recovery driving this performance this quarter,” Jim Shanahan, an analyst at Edward Jones, said in a phone interview. “There’s a housing angle here which I think was a really strong contributor this quarter.”</p>\n<p>Buffett has built Berkshire into a broad business with footholds in industries including insurance, energy and retail. But that exposure to a wide slice of the U.S. economy weighed on it last year with businesses including See’s Candies having to furlough workers at the start of the shutdowns. Now, the outlook appears brighter.</p>\n<p>“Many of our businesses generated significantly higher earnings over the first half of 2021 compared to 2020, which included significant adverse effects from the pandemic,” Berkshire said in a regulatory filing Saturday. “Earnings of our manufacturing, service and retail businesses in 2021 benefited from higher customer demand in many of our businesses and exceeded earnings in 2019 as well.”</p>\n<p>Berkshire’s group of building-products companies accounted for a particular source of strength during the quarter. Earnings at those operations were up almost 40%, helped by the boon in housing construction in the U.S. Tom Russo, a Berkshire shareholder, said the strength of those businesses combined with the challenge of disrupting them through technology makes them a good part of Berkshire’s composition.</p>\n<p>“The businesses have a certain underlying recurrence that I think makes them attractive,” Russo, who oversees $10 billion including investments in Berkshire shares at Gardner Russo &amp; Quinn LLC, said in a phone interview.</p>\n<p>What Bloomberg Intelligence Says</p>\n<p>“Warren Buffett’s Berkshire Hathaway is on pace for a solid 2H on the back of about 30% operating unit earnings growth in 2Q. This was an easy comparison, but earnings were above 2016-19 averages in all four segments. ”</p>\n<p>--Matthew Palazola, a senior industry analyst, and Kylie Towbin, an associate analyst</p>\n<p>Still, Berkshire wasn’t immune to the supply-chain pressures that have been a persistent economic theme since the early days of the outbreak. Higher costs for certain materials such as lumber and steel caused some of those operations to ramp up their own prices, Berkshire said.</p>\n<p>Not every Berkshire business bounced back fully. Precision Castparts Corp., which makes parts for aircraft and suffered a large writedown last year, reported revenue declines during the period even as earnings climbed slightly due to efforts to restructure the business. And Berkshire warned that supply-chain issues could continue to weigh on that business.</p>\n<p>“The Covid-19 pandemic contributed to material declines in commercial air travel and aircraft production in 2020,” Berkshire said in the filing. “While air travel in the U.S. is increasing in 2021, we do not expect significant increases in PCC’s aerospace demand to occur in the near term due to the inventory levels currently within the industry supply chain. Consequently, we anticipate PCC’s revenues and earnings in 2021 will be below pre-pandemic levels.”</p>\n<p>Here are other takeaways from Berkshire’s second-quarter earnings:</p>\n<p>Buybacks</p>\n<p>Berkshire pulled back on one of Buffett’s more heavily used capital-deployment levers in recent years. The conglomerate bought back $6 billion of stock, down from the $6.6 billion repurchased during the first three months of the year, with June being the busiest month for repurchases for the company.</p>\n<p>That contributed to Berkshire’s cash pile remaining fairly steady at $144 billion, just slightly below its record size. Buffett has struggled in recent years to find attractive ways to put that money to work, and that continued during the second quarter.</p>\n<p>“He’s very price-sensitive about the buybacks,” said Bill Smead, chief investment officer of Smead Capital Management, which oversees investments including in Berkshire shares.</p>\n<p>Still, the $6 billion of repurchases was the fourth-highest amount of stock bought back since Berkshire tweaked its policy in 2018. And there are signs the relatively high level of repurchases could continue. Berkshire appears to have bought back at least $1.7 billion of stock from the end of June through July 26, according to the filing.</p>\n<p>Stock Sales</p>\n<p>Buffett continued to be rather cautious on the U.S. stock market. Berkshire ended up selling $1.1 billion of stocks, on a net basis, during the period, marking its third straight quarter of being a net seller.</p>\n<p>The conglomerate is facing even more expensive stock prices as the S&amp;P 500 hit new highs during the quarter. Some of the sales appear to come from a reduction in Berkshire’s industrial, commercial and other stock holdings. The exact investments the company trimmed will appear in a regulatory filing later this month.</p>\n<p>“I don’t think stocks are cheap. I think a lot of areas of the market are fully priced or maybe more than fully priced,” said James Armstrong, who manages assets including Berkshire shares as president of Henry H. Armstrong Associates. “There’s no urgency to pile money into stocks that are fully priced or overpriced. So I think you’re just seeing good discipline on Berkshire’s part.”</p>\n<p>Car Accidents</p>\n<p>Auto insurers have felt the pain from more drivers hitting the road, and Berkshire’s Geico was no exception. The company ended up posting a nearly 70% decline in underwriting profit during the second quarter.</p>\n<p>It was hurt by an increase in the frequency of losses and the severity of those claims. The frequency was affected by more drivers getting behind the wheel amid reopenings in the U.S.</p>\n<p>“The insurance results were particularly weak,” Cathy Seifert, an analyst at CFRA Research, said. “What we saw from a lot of the carriers was, on a year-over-year basis, the second quarter of 2020, people were on lockdown mode, people weren’t driving, so both frequency and severity were down. Then, we started to see a little bit of a shift. So on a year-over-year basis, claim frequency went up significantly.”</p>\n<p>Railroad Gains</p>\n<p>Berkshire’s railroad, BNSF, posted record quarterly profit helped by its efforts in the past to boost productivity and the economic recovery.</p>\n<p>Freight volumes increased across all of its product categories --- consumer, industrial, agricultural and coal. Unfortunately for investors, the transition has been in place for the better part of a decade. Those turnaround efforts include investments in cloud computing and artificial intelligence and the divestiture of legacy businesses. While there are now signs of green shoots, it is yet to be seen as to whether the seeds sown have fallen on rocky ground.</p>\n<p>Although the company has a rapidly growing business in hybrid cloud offerings, and a potential growth engine in quantum computing, it faces intense competition in the former industry and uncertain prospects in the latter. Most of the firm’s other businesses are in the doldrums, so IBM’s growth prospects are opaque.</p>\n<p>What is certain is that as of today, IBM has a reasonable and diminishing debt load and strong free cash flow.</p>\n<p>Management is attempting to address growth concerns in part by focusing on the firm’s cloud offerings, while it spins off its managed infrastructure business. That company will be named Kyndryl. However, the debt which the new entity will shoulder, along with the portion of the current dividend that it will carry, has not been divulged.</p>\n<p><b>Recent Quarterly Results</b></p>\n<p>IBM&nbsp;reported&nbsp;Q2 results last Monday. With non-GAAP EPS of $2.33, the company beat estimates by $0.04.</p>\n<p>Revenue of $18.7 billion was flat when adjusted for currency and divestitures.</p>\n<p>The negative side of the report had Systems revenue declining by 7%. However, this was largely due to the normal IBM Z mainframe cycle, down 13% year over year.</p>\n<p>The global financing division, which represents a low single digit percentage of overall revenues, was down 9%. Global technology services, which represents roughly a third of overall revenue and will largely be spun off as Kyndryl, had flattish growth.</p>\n<p>The positive side of the report had Cloud &amp; Cognitive Software cloud revenue up 29% and Global Business Services cloud revenue up 35%. Total cloud revenue of $27 billion increased by 15% over the last 12 months, while cloud revenue grew 13% in the quarter to $7.0 billion.</p>\n<p>Net cash from operating activities hit $17.7 billion, and adjusted free cash flow totaled $11 billion over the last 12 months.</p>\n<p>Since year-end 2020, the company has reduced debt by $6.4 billion.</p>\n<p>Management guides for adjusted free cash flow of $11 billion to $12 billion in 2021.</p>\n<p><b>Where IBM Stands Tall</b></p>\n<p>IBM is viewed by many as at best a third rate IT company and at worst as a dinosaur, headed towards extinction.</p>\n<p>It is evident that the company’s revenues have declined for years; however, to accurately assess the stock, investors must understand that IBM’s legacy businesses have many strengths.</p>\n<p>For example, IBM is the world’s largest IT services company and the dominant provider of mainframes. Among the Fortune 50 companies, 47 are IBM clients.</p>\n<p>Half of the world’s wireless connections are handled by the firm.</p>\n<p>IBM's mainframe systems process nearly 90% of the globe’s credit card transactions, and 97% of the world's largest banks rely on IBM products and services. Consequently, twenty-nine billion ATM transactions are processed annually using IBM systems.</p>\n<p>Eight out of 10 global retailers rely on IBM products and services while 80% of the travel industry's reservations run through IBM systems. That results in 4 billion flight reservations being processed using the company’s IT services.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/7ace4f1436fd2697c5ad266b5017e1dd\" tg-width=\"960\" tg-height=\"721\" width=\"100%\" height=\"auto\"><span>Source: Forbes</span></p>\n<p>It is evident that IBM has a massive customer base that provides large scale recurring revenues. In many cases, moving to competitors' offerings would mean risking the transfer of sensitive information, a move many are not willing to take.</p>\n<p>However, with the transition to cloud services and open source software, there is an increased adoption by firms of mix and match IT infrastructures. In turn, this is eroding IBM’s competitive advantage associated with customer switching costs.</p>\n<p><b>The Sources Of Potential Growth</b></p>\n<p>Investors are generally aware of IBM's effort to drive growth through its hybrid cloud offerings. However, when questioned at JPMorgan’s recent investor conference, CFO Jim Kavanaugh&nbsp;provided insight&nbsp;into how hybrid cloud drives revenue in some of IBM’s other divisions.</p>\n<blockquote>\n For every $1 (in business) we land on a hybrid cloud platform, we see $3 to $5 of software drag and $6 to $8 of services drag overall.\n</blockquote>\n<p>Of course, Kavanaugh is using drag to refer to increased revenue in software and services associated with adoption of IBM’s hybrid cloud. If Kavanaugh’s claims are accurate, that means every dollar spent on the company’s hybrid cloud platform translates into $9 to $13 in additional revenue from the firm’s software and services offerings.</p>\n<p>Because hybrid cloud uses a mix of on-premises private cloud and public cloud services, it offers clients a degree of data privacy. This is of particular concern for customers in healthcare and financial services. Consequently, I would posit that IBM might have an advantage in competing with other hybrid cloud providers as it has extensive relationships within those industries.</p>\n<p>I reviewed a variety of prognostications regarding projected growth rates for the hybrid cloud market. The most recent study, which also falls in the middle of other predictions, is by Mordor Intelligence. That firm&nbsp;forecasts&nbsp;a CAGR of 18.73% from 2021 through 2026.</p>\n<p>Investors should be aware that the major operators in this space are Cisco (CSCO), Hewlett Packard (HPE), Amazon (AMZN), Citrix Systems (CTXS), and IBM.</p>\n<p>The following chart provides a record of the firm’s total cloud growth over the last six quarters.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/5fc85156e70f6caf8ae809f76126a723\" tg-width=\"576\" tg-height=\"336\" width=\"100%\" height=\"auto\"><span>Source: Company reports / Chart by Author</span></p>\n<p>Aside from cloud, there is another source of potential growth, although it is unlikely to materialize soon.</p>\n<p>Early in 2019, IBM&nbsp;introduced&nbsp;the Q System One. IBM Q systems are the world's first quantum computer designed for scientific and commercial use.</p>\n<p>Pardon the pun, but quantum computers represent a quantum leap in technology. Prescient And Strategic Intelligence&nbsp;forecasts&nbsp;a CAGR of 56% for the industry through 2030 with the quantum computer market share reaching nearly $65 billion.</p>\n<p>For additional insights regarding quantum computing and IBM’s position within that industry, I point you to&nbsp;my article, “IBM: Why My Eye Is Fixed On Big Blue.”</p>\n<p><b>Understanding Kyndryl</b></p>\n<p>Once&nbsp;Kyndryl&nbsp;is launched, it will have more than 90,000 employees and more than 4,600 customers in 115 countries. With a $60 billion services backlog, the new entity will begin with projected revenues of $19 billion. At twice the size of its closest competitor, the company will be the world’s largest managed infrastructure services provider.</p>\n<p>The split will&nbsp;transform&nbsp;IBM from a company that pulls half of its revenue from services to a firm with its software and solutions businesses generating over half of its revenue on a recurring basis.</p>\n<p>Global Business Services, which currently constitutes 22% of the company’s revenue, will&nbsp;account&nbsp;for over 40% of sales. Here it is important to note that the division grew revenue by 12% year over year in the last quarter.</p>\n<p>IBM will retain Red Hat and its solution provider business, the systems businesses, and its mission-critical public cloud service, and a software portfolio focused on big data, AI, and security.</p>\n<p>Initially, the two companies will each be the largest customer of the other.</p>\n<p>What remains to be known regarding the spinoff is how much debt each company will shoulder, and the share of the dividend that the companies will pay. Krishna stated the two companies will work together to sustain the current payout level.</p>\n<p><b>Has IBM Turned The Corner?</b></p>\n<p>Anyone who follows IBM knows the company has experienced an extended period of poor results. The following chart provides a record of the firm’s quarterly FCF over the last fourteen quarters.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/60cc8b82052f97dd449205999ee30711\" tg-width=\"577\" tg-height=\"337\" width=\"100%\" height=\"auto\"><span>Source: Data from ycharts / chart by author</span></p>\n<p>While this is not proof positive that the company is back on track, the recent trend is at least encouraging.</p>\n<p>In 2020, IBM generated $10.8 billion in free cash flow. Management guides for adjusted free cash flow of $11 billion to $12 billion in 2021. This excludes $3 billion in structural impacts related to the Kyndryl spinoff.</p>\n<p>The CEO&nbsp;recently stated&nbsp;he expects IBM to generate $12 billion to $13 billion in FCF in 2022.</p>\n<p><b>Debt And Dividend</b></p>\n<p>While investors can rightfully complain of a variety of management moves over the years, the firm has maintained a reasonable debt profile while engaging in a number of acquisitions.</p>\n<p>The company has reduced the debt by roughly $18 billion since its peak in mid-2019. IBM maintains an investment level credit rating, and the following chart provides a record of the company’s progress paying down debt of late.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/b73e613157c486a5f5e8306546121971\" tg-width=\"1280\" tg-height=\"720\" width=\"100%\" height=\"auto\"><span>Source: IBM Presentation</span></p>\n<p>IBM has a yield of 4.64%, a payout ratio a bit below 61%, and a 5 year dividend growth rate of 4.26%. As previously noted, following the spinoff of Kyndryl, the two companies will team to provide a payout equivalent to the current dividend.</p>\n<p><b>Is IBM Stock Overvalued?</b></p>\n<p>IBM shares trade for $141.13. The average 12 month price target of 8 analysts is $153.50. The price target of the 3 analysts rating the stock since the last earnings report is $151.33.</p>\n<p>IBM has a P/E of 24.05x and a forward P/E of 17.67x. This compares to its five year averages of 16.42x and 13.25x respectively. It is well below the sector average which is in the low thirties for both metrics.</p>\n<p>The 3 to 5 year PEG provided by Seeking Alpha Premium is 1.16x. Schwab calculates a PEG of 1.49x, and Yahoo does not provide a PEG ratio.</p>\n<p>I believe the current P/E ratios for the stock reflect investors anticipating increased growth for IBM once the spinoff is complete. The PEG ratios show the stock is reasonably valued.</p>\n<p><b>Is IBM Stock A Good Long-Term Investment?</b></p>\n<p>IBM has an entrenched but evolving position among many of the largest companies on the globe. Unfortunately, the cloud, which is seen as the company’s primary avenue for growth, could also lead to a slow deterioration in some of the firm’s legacy businesses.</p>\n<p>That the cloud business has been growing at a rapid pace is manifest: IBM can now boast of over 3,200 clients using the firm’s hybrid cloud platform. Unfortunately for investors, the transition has been in place for the better part of a decade. Those turnaround efforts include investments in cloud computing and artificial intelligence and the divestiture of legacy businesses. While there are now signs of green shoots, it is yet to be seen as to whether the seeds sown have fallen on rocky ground.\nAlthough the company has a rapidly growing business in hybrid cloud offerings, and a potential growth engine in quantum computing, it faces intense competition in the former industry and uncertain prospects in the latter. Most of the firm’s other businesses are in the doldrums, so IBM’s growth prospects are opaque.\nWhat is certain is that as of today, IBM has a reasonable and diminishing debt load and strong free cash flow.\nManagement is attempting to address growth concerns in part by focusing on the firm’s cloud offerings, while it spins off its managed infrastructure business. That company will be named Kyndryl. However, the debt which the new entity will shoulder, along with the portion of the current dividend that it will carry, has not been divulged.\nRecent Quarterly Results\nIBM reported Q2 results last Monday. With non-GAAP EPS of $2.33, the company beat estimates by $0.04.\nRevenue of $18.7 billion was flat when adjusted for currency and divestitures.\nThe negative side of the report had Systems revenue declining by 7%. However, this was largely due to the normal IBM Z mainframe cycle, down 13% year over year.\nThe global financing division, which represents a low single digit percentage of overall revenues, was down 9%. Global technology services, which represents roughly a third of overall revenue and will largely be spun off as Kyndryl, had flattish growth.\nThe positive side of the report had Cloud & Cognitive Software cloud revenue up 29% and Global Business Services cloud revenue up 35%. Total cloud revenue of $27 billion increased by 15% over the last 12 months, while cloud revenue grew 13% in the quarter to $7.0 billion.\nNet cash from operating activities hit $17.7 billion, and adjusted free cash flow totaled $11 billion over the last 12 months.\nSince year-end 2020, the company has reduced debt by $6.4 billion.\nManagement guides for adjusted free cash flow of $11 billion to $12 billion in 2021.\nWhere IBM Stands Tall\nIBM is viewed by many as at best a third rate IT company and at worst as a dinosaur, headed towards extinction.\nIt is evident that the company’s revenues have declined for years; however, to accurately assess the stock, investors must understand that IBM’s legacy businesses have many strengths.\nFor example, IBM is the world’s largest IT services company and the dominant provider of mainframes. Among the Fortune 50 companies, 47 are IBM clients.\nHalf of the world’s wireless connections are handled by the firm.\nIBM's mainframe systems process nearly 90% of the globe’s credit card transactions, and 97% of the world's largest banks rely on IBM products and services. Consequently, twenty-nine billion ATM transactions are processed annually using IBM systems.\nEight out of 10 global retailers rely on IBM products and services while 80% of the travel industry's reservations run through IBM systems. That results in 4 billion flight reservations being processed using the company’s IT services.\nSource: Forbes\nIt is evident that IBM has a massive customer base that provides large scale recurring revenues. In many cases, moving to competitors' offerings would mean risking the transfer of sensitive information, a move many are not willing to take.\nHowever, with the transition to cloud services and open source software, there is an increased adoption by firms of mix and match IT infrastructures. In turn, this is eroding IBM’s competitive advantage associated with customer switching costs.\nThe Sources Of Potential Growth\nInvestors are generally aware of IBM's effort to drive growth through its hybrid cloud offerings. However, when questioned at JPMorgan’s recent investor conference, CFO Jim Kavanaugh provided insight into how hybrid cloud drives revenue in some of IBM’s other divisions.\n\n For every $1 (in business) we land on a hybrid cloud platform, we see $3 to $5 of software drag and $6 to $8 of services drag overall.\n\nOf course, Kavanaugh is using drag to refer to increased revenue in software and services associated with adoption of IBM’s hybrid cloud. If Kavanaugh’s claims are accurate, that means every dollar spent on the company’s hybrid cloud platform translates into $9 to $13 in additional revenue from the firm’s software and services offerings.\nBecause hybrid cloud uses a mix of on-premises private cloud and public cloud services, it offers clients a degree of data privacy. This is of particular concern for customers in healthcare and financial services. Consequently, I would posit that IBM might have an advantage in competing with other hybrid cloud providers as it has extensive relationships within those industries.\nI reviewed a variety of prognostications regarding projected growth rates for the hybrid cloud market. The most recent study, which also falls in the middle of other predictions, is by Mordor Intelligence. That firm forecasts a CAGR of 18.73% from 2021 through 2026.\nInvestors should be aware that the major operators in this space are Cisco (CSCO), Hewlett Packard (HPE), Amazon (AMZN), Citrix Systems (CTXS), and IBM.\nThe following chart provides a record of the firm’s total cloud growth over the last six quarters.\nSource: Company reports / Chart by Author\nAside from cloud, there is another source of potential growth, although it is unlikely to materialize soon.\nEarly in 2019, IBM introduced the Q System One. Prescient And Strategic Intelligence forecasts a CAGR of 56% for the industry through 2030 with the quantum computer market share reaching nearly $65 billion.\nFor additional insights regarding quantum computing and IBM’s position within that industry, I point you to my article, “IBM: Why My Eye Is Fixed On Big Blue.”\nUnderstanding Kyndryl\nOnce Kyndryl is launched, it will have more than 90,000 employees and more than 4,600 customers in 115 countries. With a $60 billion services backlog, the new entity will begin with projected revenues of $19 billion. At twice the size of its closest competitor, the company will be the world’s largest managed infrastructure services provider.\nThe split will transform IBM from a company that pulls half of its revenue from services to a firm with its software and solutions businesses generating over half of its revenue on a recurring basis.\nGlobal Business Services, which currently constitutes 22% of the company’s revenue, will account for over 40% of sales. Here it is important to note that the division grew revenue by 12% year over year in the last quarter.\nIBM will retain Red Hat and its solution provider business, the systems businesses, and its mission-critical public cloud service, and a software portfolio focused on big data, AI, and security.\nInitially, the two companies will each be the largest customer of the other.\nWhat remains to be known regarding the spinoff is how much debt each company will shoulder, and the share of the dividend that the companies will pay. Krishna stated the two companies will work together to sustain the current payout level.\nHas IBM Turned The Corner?\nAnyone who follows IBM knows the company has experienced an extended period of poor results. This excludes $3 billion in structural impacts related to the Kyndryl spinoff.\nThe CEO recently stated he expects IBM to generate $12 billion to $13 billion in FCF in 2022.\nDebt And Dividend\nWhile investors can rightfully complain of a variety of management moves over the years, the firm has maintained a reasonable debt profile while engaging in a number of acquisitions.\nThe company has reduced the debt by roughly $18 billion since its peak in mid-2019. The average 12 month price target of 8 analysts is $153.50. The price target of the 3 analysts rating the stock since the last earnings report is $151.33.\nIBM has a P/E of 24.05x and a forward P/E of 17.67x. This compares to its five year averages of 16.42x and 13.25x respectively. It is well below the sector average which is in the low thirties for both metrics.\nThe 3 to 5 year PEG provided by Seeking Alpha Premium is 1.16x. Schwab calculates a PEG of 1.49x, and Yahoo does not provide a PEG ratio.\nI believe the current P/E ratios for the stock reflect investors anticipating increased growth for IBM once the spinoff is complete. The PEG ratios show the stock is reasonably valued.\nIs IBM Stock A Good Long-Term Investment?\nIBM has an entrenched but evolving position among many of the largest companies on the globe. Unfortunately, the cloud, which is seen as the company’s primary avenue for growth, could also lead to a slow deterioration in some of the firm’s legacy businesses.\nThat the cloud business has been growing at a rapid pace is manifest: IBM can now boast of over 3,200 clients using the firm’s hybrid cloud platform. That group of businesses posted its second-highest quarterly profit in data going back to the middle of 2009 and helped fuel a 21% gain in Berkshire’s total operating profit during the period.</p>\n<p>“It’s all of the other old economy, manufacturing, service, retailing, transportation businesses that just really reflect the broad economic recovery driving this performance this quarter,” Jim Shanahan, an analyst at Edward Jones, said in a phone interview. “There’s a housing angle here which I think was a really strong contributor this quarter.”</p>\n<p>Buffett has built Berkshire into a broad business with footholds in industries including insurance, energy and retail. But that exposure to a wide slice of the U.S. economy weighed on it last year with businesses including See’s Candies having to furlough workers at the start of the shutdowns. Now, the outlook appears brighter.</p>\n<p>“Many of our businesses generated significantly higher earnings over the first half of 2021 compared to 2020, which included significant adverse effects from the pandemic,” Berkshire said in a regulatory filing Saturday. “Earnings of our manufacturing, service and retail businesses in 2021 benefited from higher customer demand in many of our businesses and exceeded earnings in 2019 as well.”</p>\n<p>Berkshire’s group of building-products companies accounted for a particular source of strength during the quarter. Earnings at those operations were up almost 40%, helped by the boon in housing construction in the U.S. Tom Russo, a Berkshire shareholder, said the strength of those businesses combined with the challenge of disrupting them through technology makes them a good part of Berkshire’s composition.</p>\n<p>“The businesses have a certain underlying recurrence that I think makes them attractive,” Russo, who oversees $10 billion including investments in Berkshire shares at Gardner Russo &amp; Quinn LLC, said in a phone interview.</p>\n<p>What Bloomberg Intelligence Says</p>\n<p>“Warren Buffett’s Berkshire Hathaway is on pace for a solid 2H on the back of about 30% operating unit earnings growth in 2Q. This was an easy comparison, but earnings were above 2016-19 averages in all four segments. ”</p>\n<p>--Matthew Palazola, a senior industry analyst, and Kylie Towbin, an associate analyst</p>\n<p>Still, Berkshire wasn’t immune to the supply-chain pressures that have been a persistent economic theme since the early days of the outbreak. Higher costs for certain materials such as lumber and steel caused some of those operations to ramp up their own prices, Berkshire said.</p>\n<p>Not every Berkshire business bounced back fully. Precision Castparts Corp., which makes parts for aircraft and suffered a large writedown last year, reported revenue declines during the period even as earnings climbed slightly due to efforts to restructure the business. And Berkshire warned that supply-chain issues could continue to weigh on that business.</p>\n<p>“The Covid-19 pandemic contributed to material declines in commercial air travel and aircraft production in 2020,” Berkshire said in the filing. “While air travel in the U.S. is increasing in 2021, we do not expect significant increases in PCC’s aerospace demand to occur in the near term due to the inventory levels currently within the industry supply chain. Consequently, we anticipate PCC’s revenues and earnings in 2021 will be below pre-pandemic levels.”</p>\n<p>Here are other takeaways from Berkshire’s second-quarter earnings:</p>\n<p>Buybacks</p>\n<p>Berkshire pulled back on one of Buffett’s more heavily used capital-deployment levers in recent years. The conglomerate bought back $6 billion of stock, down from the $6.6 billion repurchased during the first three months of the year, with June being the busiest month for repurchases for the company.</p>\n<p>That contributed to Berkshire’s cash pile remaining fairly steady at $144 billion, just slightly below its record size. Buffett has struggled in recent years to find attractive ways to put that money to work, and that continued during the second quarter.</p>\n<p>“He’s very price-sensitive about the buybacks,” said Bill Smead, chief investment officer of Smead Capital Management, which oversees investments including in Berkshire shares.</p>\n<p>Still, the $6 billion of repurchases was the fourth-highest amount of stock bought back since Berkshire tweaked its policy in 2018. And there are signs the relatively high level of repurchases could continue. Berkshire appears to have bought back at least $1.7 billion of stock from the end of June through July 26, according to the filing.</p>\n<p>Stock Sales</p>\n<p>Buffett continued to be rather cautious on the U.S. stock market. Berkshire ended up selling $1.1 billion of stocks, on a net basis, during the period, marking its third straight quarter of being a net seller.</p>\n<p>The conglomerate is facing even more expensive stock prices as the S&amp;P 500 hit new highs during the quarter. Some of the sales appear to come from a reduction in Berkshire’s industrial, commercial and other stock holdings. The exact investments the company trimmed will appear in a regulatory filing later this month.</p>\n<p>“I don’t think stocks are cheap. I think a lot of areas of the market are fully priced or maybe more than fully priced,” said James Armstrong, who manages assets including Berkshire shares as president of Henry H. Armstrong Associates. “There’s no urgency to pile money into stocks that are fully priced or overpriced. So I think you’re just seeing good discipline on Berkshire’s part.”</p>\n<p>Car Accidents</p>\n<p>Auto insurers have felt the pain from more drivers hitting the road, and Berkshire’s Geico was no exception. The company ended up posting a nearly 70% decline in underwriting profit during the second quarter.</p>\n<p>It was hurt by an increase in the frequency of losses and the severity of those claims. The frequency was affected by more drivers getting behind the wheel amid reopenings in the U.S.</p>\n<p>“The insurance results were particularly weak,” Cathy Seifert, an analyst at CFRA Research, said. “What we saw from a lot of the carriers was, on a year-over-year basis, the second quarter of 2020, people were on lockdown mode, people weren’t driving, so both frequency and severity were down. Then, we started to see a little bit of a shift. So on a year-over-year basis, claim frequency went up significantly.”</p>\n<p>Railroad Gains</p>\n<p>Berkshire’s railroad, BNSF, posted record quarterly profit helped by its efforts in the past to boost productivity and the economic recovery.</p>\n<p>Freight volumes increased across all of its product categories --- consumer, industrial, agricultural and coal. That group of businesses posted its second-highest quarterly profit in data going back to the middle of 2009 and helped fuel a 21% gain in Berkshire’s total operating profit during the period.\n“It’s all of the other old economy, manufacturing, service, retailing, transportation businesses that just really reflect the broad economic recovery driving this performance this quarter,” Jim Shanahan, an analyst at Edward Jones, said in a phone interview. “There’s a housing angle here which I think was a really strong contributor this quarter.”\nBuffett has built Berkshire into a broad business with footholds in industries including insurance, energy and retail. But that exposure to a wide slice of the U.S. economy weighed on it last year with businesses including See’s Candies having to furlough workers at the start of the shutdowns. Now, the outlook appears brighter.\n“Many of our businesses generated significantly higher earnings over the first half of 2021 compared to 2020, which included significant adverse effects from the pandemic,” Berkshire said in a regulatory filing Saturday. “Earnings of our manufacturing, service and retail businesses in 2021 benefited from higher customer demand in many of our businesses and exceeded earnings in 2019 as well.”\nBerkshire’s group of building-products companies accounted for a particular source of strength during the quarter. Earnings at those operations were up almost 40%, helped by the boon in housing construction in the U.S. Tom Russo, a Berkshire shareholder, said the strength of those businesses combined with the challenge of disrupting them through technology makes them a good part of Berkshire’s composition.\n“The businesses have a certain underlying recurrence that I think makes them attractive,” Russo, who oversees $10 billion including investments in Berkshire shares at Gardner Russo & Quinn LLC, said in a phone interview.\nWhat Bloomberg Intelligence Says\n“Warren Buffett’s Berkshire Hathaway is on pace for a solid 2H on the back of about 30% operating unit earnings growth in 2Q. This was an easy comparison, but earnings were above 2016-19 averages in all four segments. ”\n--Matthew Palazola, a senior industry analyst, and Kylie Towbin, an associate analyst\nStill, Berkshire wasn’t immune to the supply-chain pressures that have been a persistent economic theme since the early days of the outbreak. Higher costs for certain materials such as lumber and steel caused some of those operations to ramp up their own prices, Berkshire said.\nNot every Berkshire business bounced back fully. Precision Castparts Corp., which makes parts for aircraft and suffered a large writedown last year, reported revenue declines during the period even as earnings climbed slightly due to efforts to restructure the business. And Berkshire warned that supply-chain issues could continue to weigh on that business.\n“The Covid-19 pandemic contributed to material declines in commercial air travel and aircraft production in 2020,” Berkshire said in the filing. “While air travel in the U.S. is increasing in 2021, we do not expect significant increases in PCC’s aerospace demand to occur in the near term due to the inventory levels currently within the industry supply chain. Consequently, we anticipate PCC’s revenues and earnings in 2021 will be below pre-pandemic levels.”\nHere are other takeaways from Berkshire’s second-quarter earnings:\nBuybacks\nBerkshire pulled back on one of Buffett’s more heavily used capital-deployment levers in recent years. The conglomerate bought back $6 billion of stock, down from the $6.6 billion repurchased during the first three months of the year, with June being the busiest month for repurchases for the company.\nThat contributed to Berkshire’s cash pile remaining fairly steady at $144 billion, just slightly below its record size. Buffett has struggled in recent years to find attractive ways to put that money to work, and that continued during the second quarter.\n“He’s very price-sensitive about the buybacks,” said Bill Smead, chief investment officer of Smead Capital Management, which oversees investments including in Berkshire shares.\nStill, the $6 billion of repurchases was the fourth-highest amount of stock bought back since Berkshire tweaked its policy in 2018. And there are signs the relatively high level of repurchases could continue. Berkshire appears to have bought back at least $1.7 billion of stock from the end of June through July 26, according to the filing.\nStock Sales\nBuffett continued to be rather cautious on the U.S. stock market. Berkshire ended up selling $1.1 billion of stocks, on a net basis, during the period, marking its third straight quarter of being a net seller.\nThe conglomerate is facing even more expensive stock prices as the S&P 500 hit new highs during the quarter. Some of the sales appear to come from a reduction in Berkshire’s industrial, commercial and other stock holdings. The exact investments the company trimmed will appear in a regulatory filing later this month.\n“I don’t think stocks are cheap. I think a lot of areas of the market are fully priced or maybe more than fully priced,” said James Armstrong, who manages assets including Berkshire shares as president of Henry H. Armstrong Associates. “There’s no urgency to pile money into stocks that are fully priced or overpriced. So I think you’re just seeing good discipline on Berkshire’s part.”\nCar Accidents\nAuto insurers have felt the pain from more drivers hitting the road, and Berkshire’s Geico was no exception. The company ended up posting a nearly 70% decline in underwriting profit during the second quarter.\nIt was hurt by an increase in the frequency of losses and the severity of those claims. The frequency was affected by more drivers getting behind the wheel amid reopenings in the U.S.\n“The insurance results were particularly weak,” Cathy Seifert, an analyst at CFRA Research, said. “What we saw from a lot of the carriers was, on a year-over-year basis, the second quarter of 2020, people were on lockdown mode, people weren’t driving, so both frequency and severity were down. Then, we started to see a little bit of a shift. So on a year-over-year basis, claim frequency went up significantly.”\nRailroad Gains\nBerkshire’s railroad, BNSF, posted record quarterly profit helped by its efforts in the past to boost productivity and the economic recovery.\nFreight volumes increased across all of its product categories --- consumer, industrial, agricultural and coal. Stocks roared back Tuesday and were up again Wednesday.</p>\n<p>Yes, the Delta variant of Covid-19 has led to an alarming uptick in coronavirus cases in the United States and around the globe. But many experts think the massive number of vaccinations that have already taken place will prevent the economy and markets from going into another tailspin.</p>\n<p>If you're investing for the long haul, the best thing you can do is ride out this wave of volatility.</p>\n<p>\"Stay invested,\" said Seema Shah, chief strategist at Principal Global Investors. Shah told CNN Business that the Delta variant is highly unlikely to stop the economic recovery in the US and other parts of the developed world where vaccination rates are high.</p>\n<p>\"The vaccine is effective,\" she said. \"If cases are rising but hospitalization rates remain low, then the reopening measures from governments will continue.\"</p>\n<p>Still, Shah conceded, investors should be more selective. After all, the S&amp;P 500 has nearly doubled from its pandemic lows in March 2020, and not all stocks and sectors will maintain their momentum.</p>\n<p>She thinks defensive sectors might start to pull back a bit. Those include utilities, health care and others companies that pay big dividends and are considered good bond proxies.</p>\n<p>The FAANGs and other big tech stocks, many of which have strong earnings momentum and tons of cash, should continue to rally, she said.</p>\n<p><b>Not the time to bail on the market</b></p>\n<p>So should economic recovery plays in the travel and retail sectors that have pulled back lately on Covid concerns. United (UAL), for example, issued an upbeat outlook after the closing bell Tuesday.</p>\n<p>\"Airlines have been beaten up,\" Shah said. \"But if you assume the reopening will continue, they should enjoy a significant bounceback.\"</p>\n<p>Stocks may remain bumpy for the foreseeable future, but that shouldn't dissuade investors from sticking with their longer-term investments.</p>\n<p>\"The uncertainty of the past couple of days is warranted for the short term,\" said Peter van der Welle, multi-asset strategist at Robeco. \"But there should be a second leg to the reflation trade.\"</p>\n<p>Van der Welle noted that there are many reasons to be optimistic about continued gains in consumer spending and retail sales, despite a recent drop in consumer confidence.</p>\n<p><b>Buy the dips</b></p>\n<p>Any wariness on the part of consumers — and investors, for that matter — could turn out to be fleeting.</p>\n<p>\"If you are a long-term investor, take advantage of this volatility and add to positions in companies and sectors you really like,\" said Phil Orlando, chief equity market strategist at Federated Hermes.</p>\n<p>He he belives stocks in cyclical industries that have gotten hit because of Delta variant fears could enjoy the biggest rebounds.</p>\n<p>\"There are stocks that have hit an air pocket that could be very attractive. But many experts think the massive number of vaccinations that have already taken place will prevent the economy and markets from going into another tailspin.\nIf you're investing for the long haul, the best thing you can do is ride out this wave of volatility.\n\"Stay invested,\" said Seema Shah, chief strategist at Principal Global Investors. Shah told CNN Business that the Delta variant is highly unlikely to stop the economic recovery in the US and other parts of the developed world where vaccination rates are high.\n\"The vaccine is effective,\" she said. \"If cases are rising but hospitalization rates remain low, then the reopening measures from governments will continue.\"\nStill, Shah conceded, investors should be more selective. To wit, daily options volumes are up 70% in April, up from YTD lows of $2.4bn on 30-Mar.</p><p><b>In total, across single stocks, $544BN of options are set to expiry today, including $305BN calls.</b>As such, today’s expiry could be important for stocks with large open interest in at-the-money(ATM) options, as market makers delta-hedging their unusually large options portfolios will be active. This flow is likely to dampen volatility in some names while exacerbating stock price moves in others.</p><p>How to trade this?</p><p>As Goldman's Vishal Vivek writes, at major expirations, options traders track situations where<b>a large amount of open interest is set to expire.</b>In situations where there is a significant amount of expiring open interest in at-the-money strikes (strike prices at or very near the current stockprice), delta-hedging activity can impact the underlying stock’s trading that day. If market makers or other options traders who delta-hedge their positions are net long ATM options, expiration-related flow could have the effect of dampening stock price movements, causing the stock price to settle near the strike with large open interest. This situation is often referred to as a “pin” and can be an ideal situation fora large investor trying to enter/exit a stock position. Alternatively, if delta-hedgers are net short ATM options (have a “negative gamma” position), their hedging activity could exacerbate stock price moves.</p><p>What that means it expiration-related trades may cause trading activity to aggressively pick up for stocks with a significant amount of ATM open interest.</p><p>So to help traders looking to hop on for daytrading opportunities, here is a table identifying possible focus stocks with large ATM open interest expiring today, which is compared to the average daily volume of the underlying stocks. As Goldman puts it, \"<i>expiration-related activity is likely to have more of an impact if the open interest represents a significant percentage of the stock’s volume.\"</i></p><p><img src=\"https://static.tigerbbs.com/0dac61cb87c2f2700d8a0e8e64324f81\" tg-width=\"500\" tg-height=\"638\" referrerpolicy=\"no-referrer\">Finally, for what it's worth, this morning our friends at SpotGamma write that this has been a rather strange OPEX cycle, \"with a consistent almost mechanical bid pushing markets higher. We’ve not seen the Call Wall “breached” this many times before, but there are other aberrations that we’ve mentioned in previous notes – like net put sales. We’ve got some theories on this we are posting in a longer form piece.\"</p><p>According to SG, because implied volatility has now compressed (ie VIX at new lows) there is now more potential for “long term” volatility. Recall how as of late any sharp, violent drop in markets was bought so quickly (see chart below).<b>These bursts lower coincided with record VIX spikes, but a reflective snap-back bid would bring a market recovery of equal force as the VIX&nbsp; (i.e. implied volatility) reversed.</b></p><p><img src=\"https://static.tigerbbs.com/ae7a60d873792b825bdda669cafa0ed3\" tg-width=\"500\" tg-height=\"297\" referrerpolicy=\"no-referrer\">And one other curious observation from SpotGamma:</p><blockquote>When implied volatility is very high, its very sensitive to market moves and also signaling that markets are expecting more large moves ahead. As soon as markets would pause or catch a support level, that implied volatility would quickly reverse lower. <b>We often think of this analogy that if a shark stops swimming, it sinks ( partially true!). If the market stops dropping then Implied volatility sinks.</b></blockquote><p>With this, as we often talk about, lower implied volatility (ie lower VIX) signals market makers have to buy back short hedges which fuels rallies. SG's conclusion: this current level of lower implied volatility now gives the market more downside firepower.&nbsp; Starting with a lower implied volatility “slows down” that responsive “snap-back” buying mechanism.&nbsp; It's why, even though we are enjoying a beautiful spring week, Goldman notes that single stock options trading activity is elevated relative to historical levels. To wit, daily options volumes are up 70% in April, up from YTD lows of $2.4bn on 30-Mar.In total, across single stocks, $544BN of options are set to expiry today, including $305BN calls.As such, today’s expiry could be important for stocks with large open interest in at-the-money(ATM) options, as market makers delta-hedging their unusually large options portfolios will be active. This flow is likely to dampen volatility in some names while exacerbating stock price moves in others.How to trade this?As Goldman's Vishal Vivek writes, at major expirations, options traders track situations wherea large amount of open interest is set to expire.In situations where there is a significant amount of expiring open interest in at-the-money strikes (strike prices at or very near the current stockprice), delta-hedging activity can impact the underlying stock’s trading that day. If market makers or other options traders who delta-hedge their positions are net long ATM options, expiration-related flow could have the effect of dampening stock price movements, causing the stock price to settle near the strike with large open interest. This situation is often referred to as a “pin” and can be an ideal situation fora large investor trying to enter/exit a stock position. Alternatively, if delta-hedgers are net short ATM options (have a “negative gamma” position), their hedging activity could exacerbate stock price moves.What that means it expiration-related trades may cause trading activity to aggressively pick up for stocks with a significant amount of ATM open interest.So to help traders looking to hop on for daytrading opportunities, here is a table identifying possible focus stocks with large ATM open interest expiring today, which is compared to the average daily volume of the underlying stocks. As Goldman puts it, \"expiration-related activity is likely to have more of an impact if the open interest represents a significant percentage of the stock’s volume.\"Finally, for what it's worth, this morning our friends at SpotGamma write that this has been a rather strange OPEX cycle, \"with a consistent almost mechanical bid pushing markets higher. We’ve not seen the Call Wall “breached” this many times before, but there are other aberrations that we’ve mentioned in previous notes – like net put sales. We’ve got some theories on this we are posting in a longer form piece.\"According to SG, because implied volatility has now compressed (ie VIX at new lows) there is now more potential for “long term” volatility. Recall how as of late any sharp, violent drop in markets was bought so quickly (see chart below).These bursts lower coincided with record VIX spikes, but a reflective snap-back bid would bring a market recovery of equal force as the VIX  (i.e. implied volatility) reversed.And one other curious observation from SpotGamma:When implied volatility is very high, its very sensitive to market moves and also signaling that markets are expecting more large moves ahead. As soon as markets would pause or catch a support level, that implied volatility would quickly reverse lower. We often think of this analogy that if a shark stops swimming, it sinks ( partially true!). If the market stops dropping then Implied volatility sinks.With this, as we often talk about, lower implied volatility (ie lower VIX) signals market makers have to buy back short hedges which fuels rallies. In the U.S., for example, these domestic sellers added $13billion&nbsp;of GDP to the economy and created 2.6 million jobs. But the value proposition is also significant for Etsy's 81.9million&nbsp;buyers. In a company survey conducted last year, an eye-popping 88%of buyers agreed that Etsy had goods they couldn't find anywhere else.</p>\n<p>Although Etsy's marketplace has been expanding rapidly for many years, the onset of the pandemic led sales to skyrocket 111% in 2020 compared to 2019. Consumers flocked to the website last spring to purchase masks, but the company's largest productcategories&nbsp;during the year were home furnishings, personal accessories, and craft supplies.</p>\n<p>Etsy truly does offer a differentiated service and experience for both its sellers and buyers. Both groups understand the value they receive, which should support the company's growth for many years to come.</p>\n<p>Because Etsy is a marketplace business (it simply connects buyers and sellers and owns no inventory itself), profits can soar even faster than the top line. In 2020, net income increased 264%&nbsp;from the prior year, something shareholders can appreciate.</p>\n<p>Management believes the market for \"special\" goods (what Etsy is known for) is roughly $100billion&nbsp;in its six core markets (not including India). Based on $10.3billion&nbsp;in gross merchandise sales (GMS) last year, that's 10% of the total market. If we include the massive opportunity in India, it's easy to see how much room Etsy still has to grow.</p>\n<p>2. Roku</p>\n<p>Besides exciting growth,<b>Roku</b>&nbsp;(NASDAQ:ROKU)has two similarities to Etsy: It's a platform business, and it's also benefiting from a strong secular trend, this time in streaming entertainment.</p>\n<p>Roku's licensed smart TVs and connected devices bring together viewers, streaming companies, and advertisers. It seems like the number of streaming services out there continues to rise, so this is a way for consumers to have all of their options in one place.</p>\n<p>Furthermore, the fact that 70%of streaming is watched on TVs makes Roku a strategic partner for content companies looking to reach more customers and advertisers that want to target these same customers as traditional cable TV keeps declining.</p>\n<p>Roku's ecosystem is a win-win-win for all parties, and the pandemic's acceleration of streaming only cemented this. Revenue in the most recent quarter (ended Dec. 31st) rose 58% year-over-year, with activeaccountsnow totaling 51.2 million. Engagement is also through the roof -- those accounts watched a whopping 17 billion hours of shows and movies in the quarter.</p>\n<p>Asthe business continues to scale up, the gross and adjusted EBITDA (earnings before interest, taxes, depreciation, and amortization) margins expand meaningfully. The latter figure was 17.5%&nbsp;last quarter, a big uptick from being negative just two quarters earlier.</p>\n<p>It looks as though streaming is the way everyone will consume video in the future, and Roku stands to gain tremendously from this.</p>\n<p>Focus on what matters</p>\n<p>Unlike Dogecoin, Etsy and Roku are two legitimate business operations. They have huge expansion opportunities, which are further bolstered by their platform structures and network effects. And both deliver significant value to the various groups of users they serve.</p>\n<p>Some of the most successful and fastest-growing companies in recent times all have this trait, making it one of the best business models investors want to own. Forget about the latest cryptocurrency craze.
