The recent contract with the US Army shows, again, that its proprietary solutions are in a class of their own and that Palantir Technologies is very entrenched in government bodies, which should allow the company to deliver strong growth for many years. Palantir Technologies is not a low-risk pick, but I do believe that, in the long run, investors could see sizeable gains from this stock.</p>\n<p><b>Palantir &amp; US Army Contract</b></p>\n<p>In early October, Palantir Technologies announced that it was selected by the US Army for a contract worth&nbsp;$823 million&nbsp;that will see the company deliver the Army Intelligence data fabric and analytics foundation for the&nbsp;<i>Capability Drop 2</i>&nbsp;(CD-2) program.</p>\n<p>For a company like Palantir, which generates revenue of around $1.5 billion a year right now, an $800+ million contract is huge, of course, but it should be noted that this contract will not see Palantir capture all of that revenue in a short period of time. On top of that, not necessarily all of that revenue will go to Palantir Technologies, as other vendors, e.g., for hardware, might take some share of the contract as well. A more bearish analyst&nbsp;noted&nbsp;that the administration has requested around $100 million for that contract in fiscal 2022, suggesting that it will take several years for Palantir to capture all of the revenue from that contract.</p>\n<p>Still, this contract is a major positive, I believe, due to several reasons. First, the decision by the US Army to award the contract to Palantir Technologies suggests that Palantir remains a forerunner on a tech basis in the defense space, despite some analysts and commenters believing that Palantir's offering/services are very commoditized. If that were the case, the contract would likely have gone to a different company that sells its services and products at lower prices - remember that Palantir demands gross margins north of 70% on a company-wide basis. Customers would not be willing to pay that much for a commoditized product that could be supplied by anyone.</p>\n<p>The contract award by the US Army for such a large single contract also indicates that officials see Palantir as capable of delivering on large-scale contracts, despite the fact that Palantir Technologies is, by revenue and employer count, not a very large company today. Officials seem to believe that Palantir is able to execute well on these contracts, which, in turn, suggests that Palantir should have a good chance of getting other contracts of a similar size in the future.</p>\n<p>Palantir's strong position in the defense space versus possible competitors is also indicated by the fact that Palantir Technologies is one of just four companies with a level 5 (IL-5) Department of Defense SaaS approval:</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/9381e77c84c44423e48d0947838946a3\" tg-width=\"1273\" tg-height=\"841\" width=\"100%\" height=\"auto\"><span>Source: Palantir</span></p>\n<p>This alone gives Palantir a major edge versus competitors that are not approved for services this critical. Once Palantir moves to IL-6 approval - at which point the company could also handle DoD classified information - Palantir's moat versus competitors should grow further. Palantir's management believes that this will happen in the foreseeable future and that Palantir will likely be the first company to receive IL-6 approval overall. The defense market could be a huge market opportunity for Palantir Technologies over the next couple of years:</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/63c9bdfc460b29e6a19e05ad9f2b1278\" tg-width=\"640\" tg-height=\"397\" width=\"100%\" height=\"auto\"><span>Source: nscai.gov (page 67 of full report)</span></p>\n<p>The National Security Commission on Artificial Intelligence forecasts that AI R&amp;D investments will grow to close to $80 billion by 2030. Palantir Technologies will not be able to address all of that market, as this does include hardware, implementation, etc., but even a couple of percentage points of market share would turn into a $1+ billion a year business. Considering that defense is just one of many markets Palantir Technologies is able to address, this seems highly encouraging - especially when we consider that Palantir is doing around $1.5 billion in revenue this year across all markets the company is active in.</p>\n<p>Palantir Technologies has, thanks to other contracts with military customers, proven that the US Army contract was not an outlier. Instead, Palantir seems to work well with defense customers, which is why the company gets chosen for new contracts again and again - even by the US&nbsp;Space Force.</p>\n<p><b>PLTR Stock Forecast</b></p>\n<p>Palantir's management believes that the company will be the most important software player in the world one day, and even though I believe that this is far from guaranteed, I do believe that Palantir has massive growth potential for many years to come. Its solutions could have a huge impact in commerce as well as in the military and security fields. Thanks to close relations with customers (as laid out above), a proven track record, and strong talent - which is why stock-based compensation is so high, as that talent is expensive - Palantir should be able to deliver huge revenue growth throughout the 2020s.</p>\n<p>Management believes that revenue in 2024 will come in around $4 billion, and that aligns pretty well with&nbsp;analyst estimates. During its four quarters as a publicly traded company, Palantir has beaten analyst estimates on both lines four times, thus the company is establishing a pretty clear track record of outperforming expectations. It is, of course, not guaranteed that this will happen in the future, too, but I do believe that there is a pretty solid chance that Palantir could generate more than $4 billion in revenue in 2024. Let's still go with the $4 billion estimate and assume that revenue grows by 30% for the following three years, and by 25% between 2028 and 2030. If that were to happen, then Palantir would generate revenue of $17 billion in 2030, which would pencil out to a ~11x increase in nine years. What could a company with $17 billion in annual sales and 25% revenue growth be valued at?</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/52c4b159657eb14f408b680d91dd91ca\" tg-width=\"635\" tg-height=\"515\" width=\"100%\" height=\"auto\"><span>Data by YCharts</span></p>\n<p>Major software players such as Microsoft (MSFT), Salesforce.com (CRM), and Adobe (ADBE) are growing by 15%-25% right now, and trade for 11x to 19x this year's sales today. Considering that Palantir does, in our scenario, grow a little faster than these three companies, a 15x sales multiple does not seem outrageous at all, I believe. Based on estimated sales of $17 billion, this gets us to a market capitalization of $255 billion nine years from now, or roughly 5.3x as much as today's market capitalization of $48 billion. This does, however, not mean that PLTR will see its shares climb by 430%, as we also have to consider the company's share count, which has been rising and which will likely continue to rise. It is hard to forecast where exactly the share count will stand nine years from now, as we don't know the trajectory of future share-based compensation and since PLTR might start to repurchase shares in the future. If we assume that the share count rises by 100 million a year (the share count has risen by 80 million shares over the last year, per YCharts), that pencils out to a share count of ~2.9 billion in 2030. Based on an expected market capitalization of $255 billion, this gets us to a share price of around $90 - or roughly 3.5x as much as today. In other words, if this scenario comes true, investors will generate a 9-year return of around 250%, or roughly 15% a year. That is not as outstanding as the returns one would have gotten when one held AMZN(AMZN)over the last nine years, for example, but an annual return in the ballpark of 15% is still highly attractive, I believe.</p>\n<p>One can, of course, argue that this scenario is not realistic and that the growth rate should be higher or lower, or that the sales multiple in 2030 should be different. Still, I believe that this is a solid base case scenario that<i>might</i>be on the conservative side, considering Palantir Technologies' large potential across many different industries.</p>\n<p><b>PLTR Stock: Is Now A Good Time To Buy Or Sell?</b></p>\n<p>Palantir is a very different stock compared to what I mostly cover, and what I primarily invest in. At current prices, PLTR looks quite expensive at first sight, trading at ~150x forward earnings. The company, however, offers massive growth potential, attractive fundamentals, and has a huge moat that could grow further once PLTR is IL-6 DoD approved.</p>\n<p>Palantir is not a low-risk stock, as the company is, like other high-growth stocks trading at high valuations, vulnerable to interest rate movements. On top of that, profitability has not been proven on a lasting basis yet, and we don't know the trajectory of share-based compensation expenses.</p>\n<p>Nevertheless, I believe that Palantir is a high-growth company that could deliver double-digit total returns in the long run, and due to a huge and fast-growing addressable market and a wide moat, I am willing to invest in this company - unlike many other highly-valued growth companies that I deem unattractive. The recent contract with the US Army shows, again, that its proprietary solutions are in a class of their own and that Palantir Technologies is very entrenched in government bodies, which should allow the company to deliver strong growth for many years. Palantir Technologies is not a low-risk pick, but I do believe that, in the long run, investors could see sizeable gains from this stock.\nPalantir & US Army Contract\nIn early October, Palantir Technologies announced that it was selected by the US Army for a contract worth $823 million that will see the company deliver the Army Intelligence data fabric and analytics foundation for the Capability Drop 2 (CD-2) program.\nFor a company like Palantir, which generates revenue of around $1.5 billion a year right now, an $800+ million contract is huge, of course, but it should be noted that this contract will not see Palantir capture all of that revenue in a short period of time. On top of that, not necessarily all of that revenue will go to Palantir Technologies, as other vendors, e.g., for hardware, might take some share of the contract as well. A more bearish analyst noted that the administration has requested around $100 million for that contract in fiscal 2022, suggesting that it will take several years for Palantir to capture all of the revenue from that contract.\nStill, this contract is a major positive, I believe, due to several reasons. First, the decision by the US Army to award the contract to Palantir Technologies suggests that Palantir remains a forerunner on a tech basis in the defense space, despite some analysts and commenters believing that Palantir's offering/services are very commoditized. If that were the case, the contract would likely have gone to a different company that sells its services and products at lower prices - remember that Palantir demands gross margins north of 70% on a company-wide basis. Customers would not be willing to pay that much for a commoditized product that could be supplied by anyone.\nThe contract award by the US Army for such a large single contract also indicates that officials see Palantir as capable of delivering on large-scale contracts, despite the fact that Palantir Technologies is, by revenue and employer count, not a very large company today. Officials seem to believe that Palantir is able to execute well on these contracts, which, in turn, suggests that Palantir should have a good chance of getting other contracts of a similar size in the future.\nPalantir's strong position in the defense space versus possible competitors is also indicated by the fact that Palantir Technologies is one of just four companies with a level 5 (IL-5) Department of Defense SaaS approval:\nSource: Palantir\nThis alone gives Palantir a major edge versus competitors that are not approved for services this critical. Once Palantir moves to IL-6 approval - at which point the company could also handle DoD classified information - Palantir's moat versus competitors should grow further. Palantir's management believes that this will happen in the foreseeable future and that Palantir will likely be the first company to receive IL-6 approval overall. The defense market could be a huge market opportunity for Palantir Technologies over the next couple of years:\nSource: nscai.gov (page 67 of full report)\nThe National Security Commission on Artificial Intelligence forecasts that AI R&D investments will grow to close to $80 billion by 2030. Palantir Technologies will not be able to address all of that market, as this does include hardware, implementation, etc., but even a couple of percentage points of market share would turn into a $1+ billion a year business. Considering that defense is just one of many markets Palantir Technologies is able to address, this seems highly encouraging - especially when we consider that Palantir is doing around $1.5 billion in revenue this year across all markets the company is active in.\nPalantir Technologies has, thanks to other contracts with military customers, proven that the US Army contract was not an outlier. Instead, Palantir seems to work well with defense customers, which is why the company gets chosen for new contracts again and again - even by the US Space Force.\nPLTR Stock Forecast\nPalantir's management believes that the company will be the most important software player in the world one day, and even though I believe that this is far from guaranteed, I do believe that Palantir has massive growth potential for many years to come. Its solutions could have a huge impact in commerce as well as in the military and security fields. Thanks to close relations with customers (as laid out above), a proven track record, and strong talent - which is why stock-based compensation is so high, as that talent is expensive - Palantir should be able to deliver huge revenue growth throughout the 2020s.\nManagement believes that revenue in 2024 will come in around $4 billion, and that aligns pretty well with analyst estimates. During its four quarters as a publicly traded company, Palantir has beaten analyst estimates on both lines four times, thus the company is establishing a pretty clear track record of outperforming expectations. It is, of course, not guaranteed that this will happen in the future, too, but I do believe that there is a pretty solid chance that Palantir could generate more than $4 billion in revenue in 2024. Let's still go with the $4 billion estimate and assume that revenue grows by 30% for the following three years, and by 25% between 2028 and 2030. If that were to happen, then Palantir would generate revenue of $17 billion in 2030, which would pencil out to a ~11x increase in nine years. What could a company with $17 billion in annual sales and 25% revenue growth be valued at?\nData by YCharts\nMajor software players such as Microsoft (MSFT), Salesforce.com (CRM), and Adobe (ADBE) are growing by 15%-25% right now, and trade for 11x to 19x this year's sales today. Considering that Palantir does, in our scenario, grow a little faster than these three companies, a 15x sales multiple does not seem outrageous at all, I believe. Based on estimated sales of $17 billion, this gets us to a market capitalization of $255 billion nine years from now, or roughly 5.3x as much as today's market capitalization of $48 billion. This does, however, not mean that PLTR will see its shares climb by 430%, as we also have to consider the company's share count, which has been rising and which will likely continue to rise. It is hard to forecast where exactly the share count will stand nine years from now, as we don't know the trajectory of future share-based compensation and since PLTR might start to repurchase shares in the future. If we assume that the share count rises by 100 million a year (the share count has risen by 80 million shares over the last year, per YCharts), that pencils out to a share count of ~2.9 billion in 2030. Based on an expected market capitalization of $255 billion, this gets us to a share price of around $90 - or roughly 3.5x as much as today. In other words, if this scenario comes true, investors will generate a 9-year return of around 250%, or roughly 15% a year. That is not as outstanding as the returns one would have gotten when one held AMZN(AMZN)over the last nine years, for example, but an annual return in the ballpark of 15% is still highly attractive, I believe.\nOne can, of course, argue that this scenario is not realistic and that the growth rate should be higher or lower, or that the sales multiple in 2030 should be different. Still, I believe that this is a solid base case scenario thatmightbe on the conservative side, considering Palantir Technologies' large potential across many different industries.\nPLTR Stock: Is Now A Good Time To Buy Or Sell?\nPalantir is a very different stock compared to what I mostly cover, and what I primarily invest in. At current prices, PLTR looks quite expensive at first sight, trading at ~150x forward earnings. The company, however, offers massive growth potential, attractive fundamentals, and has a huge moat that could grow further once PLTR is IL-6 DoD approved.\nPalantir is not a low-risk stock, as the company is, like other high-growth stocks trading at high valuations, vulnerable to interest rate movements. On top of that, profitability has not been proven on a lasting basis yet, and we don't know the trajectory of share-based compensation expenses.\nNevertheless, I believe that Palantir is a high-growth company that could deliver double-digit total returns in the long run, and due to a huge and fast-growing addressable market and a wide moat, I am willing to invest in this company - unlike many other highly-valued growth companies that I deem unattractive. Still, I’m not the only one who doesn’t quite “get it.”</p>\n<p>But if you’re someone who is interested in investing in PINS stock, here’s a deeper look at what you need to know about the company — and stock — moving forward.</p>\n<p><b>PINS Stock: A Very Strong Balance Sheet</b></p>\n<p>A close look at the balance sheet for Pinterest shows that it has strong financial strength. In fact, according to<i>GuruFocus</i>the current cash-to-debt, debt-to-equity ratios are 17.62 and 0.05, respectively.</p>\n<p>A strong balance sheet is a positive factor when considering whether a stock is investment-worthy. However, it is not the only thing to consider. When looking at the balance sheet, the phrase “cash is king” should ring in your ears. After all, plenty of cash is necessary to run a successful business. Thankfully for PINS, the company has performed well in this regard.</p>\n<p>In 2019, it reported cash and short-term investments of $1.72 billion. That was an increase of 173.34% compared to 2018. In 2020, Pinterest experienced another moderate increase of 2.61% with a figure of $1.76 billion reported.</p>\n<p>In general, the cash and cash equivalents growth for the period 2017-2020 is too high.</p>\n<p><b>Revenue Growth: Consistent and Strong</b></p>\n<p>Revenue is the start of everything in business, bringing cash and using cash, to make a profit. Pinterest excels in its revenue growth for 2017-2020. According to<i>MarketWatch</i>, in 2017, it reported revenue of $472.85 million. Then in 2018, 2019 and 2020, its revenue grew 59.87%, 51.17% and 48.12%, respectively. Pinterest reported 2020 revenue of $1.69 billion. This is a strong revenue trend that I admire.</p>\n<p>But, while a strong balance sheet and strong revenue growth are the two factors to like about Pinterest, it isn’t without its blemishes. Here are the three main things that make PINS stock less appealing.</p>\n<p><b>Lackluster User Growth</b></p>\n<p>Pinterest benefited greatly from the coronavirus pandemic in 2020. The stock reached a 52-week high of $89.90 on strong momentum that started in late 2020. But the stock has since tumbled about 40% to its current price near $55.</p>\n<p>The main issue? Repeated&nbsp;misses on its user growth targets. The news on lower-than-expected monthly users led to a downgrade by JPMorgan&nbsp;on Pinterest stock.</p>\n<p>If lackluster or, worse,<i>declining</i>&nbsp;user growth continues in the next quarters this could put a significant dent in the long-term case for PINS stock. After all, it would lead to a decline in advertising revenue for Pinterest. Not so good.</p>\n<p>Pinterest’s management must find a solution to this decline in users as more people start to enter the “new normal.” Otherwise, its success in 2020 will be short lived.</p>\n<p><b>Profitability: Not Present Yet</b></p>\n<p>Another risk factor to consider with Pinterest is that despite its strong revenue growth, the company is still losing money. We can see this trend in its net losses of $130.04 million, $62.97 million, $1.36 billion and $128.32 million for 2017, 2018, 2019 and 2020, respectively.</p>\n<p>This ultimately points to an inefficient business model, as the company is struggling to deliver profits.</p>\n<p><b>Valuation: Too Pricey</b></p>\n<p>The final issue with PINS stock that I’d like to bring to your attention is it’s overprice valuation. If we use<i>MSN Money</i>to<i>c</i>ompare key financial metrics, such as price-to-sales ratio, price-to-book value and price-to-cash flow ratio, to same ratios of the Software &amp; IT Services space more broadly, we find that Pinterest is relatively overvalued.</p>\n<p>Specifically, PINS stock has a price-to-sales ratio of 21.23x, a price-to-book value ratio of 15.57x and a price-to-cash flow ratio of 3,145x. Meanwhile, the industry’s equivalent ratios are as follows: 7.35x, 7.76x and 29.68x, respectively.</p>\n<p>Ultimately, PINS stock has some severe fundamental issues to solve before it’s truly buy-worthy in my book. In fact, according toGuruFocusthe current cash-to-debt, debt-to-equity ratios are 17.62 and 0.05, respectively.\nA strong balance sheet is a positive factor when considering whether a stock is investment-worthy. However, it is not the only thing to consider. When looking at the balance sheet, the phrase “cash is king” should ring in your ears. After all, plenty of cash is necessary to run a successful business. Thankfully for PINS, the company has performed well in this regard.\nIn 2019, it reported cash and short-term investments of $1.72 billion. That was an increase of 173.34% compared to 2018. In 2020, Pinterest experienced another moderate increase of 2.61% with a figure of $1.76 billion reported.\nIn general, the cash and cash equivalents growth for the period 2017-2020 is too high.\nRevenue Growth: Consistent and Strong\nRevenue is the start of everything in business, bringing cash and using cash, to make a profit. Pinterest excels in its revenue growth for 2017-2020. According toMarketWatch, in 2017, it reported revenue of $472.85 million. Then in 2018, 2019 and 2020, its revenue grew 59.87%, 51.17% and 48.12%, respectively. Pinterest reported 2020 revenue of $1.69 billion. This is a strong revenue trend that I admire.\nBut, while a strong balance sheet and strong revenue growth are the two factors to like about Pinterest, it isn’t without its blemishes. Here are the three main things that make PINS stock less appealing.\nLackluster User Growth\nPinterest benefited greatly from the coronavirus pandemic in 2020. The stock reached a 52-week high of $89.90 on strong momentum that started in late 2020. But the stock has since tumbled about 40% to its current price near $55.\nThe main issue? Repeated misses on its user growth targets. The news on lower-than-expected monthly users led to a downgrade by JPMorgan on Pinterest stock.\nIf lackluster or, worse,declining user growth continues in the next quarters this could put a significant dent in the long-term case for PINS stock. After all, it would lead to a decline in advertising revenue for Pinterest. Not so good.\nPinterest’s management must find a solution to this decline in users as more people start to enter the “new normal.” Otherwise, its success in 2020 will be short lived.\nProfitability: Not Present Yet\nAnother risk factor to consider with Pinterest is that despite its strong revenue growth, the company is still losing money. We can see this trend in its net losses of $130.04 million, $62.97 million, $1.36 billion and $128.32 million for 2017, 2018, 2019 and 2020, respectively.\nThis ultimately points to an inefficient business model, as the company is struggling to deliver profits.\nValuation: Too Pricey\nThe final issue with PINS stock that I’d like to bring to your attention is it’s overprice valuation. If we useMSN Moneytocompare key financial metrics, such as price-to-sales ratio, price-to-book value and price-to-cash flow ratio, to same ratios of the Software & IT Services space more broadly, we find that Pinterest is relatively overvalued.\nSpecifically, PINS stock has a price-to-sales ratio of 21.23x, a price-to-book value ratio of 15.57x and a price-to-cash flow ratio of 3,145x. Meanwhile, the industry’s equivalent ratios are as follows: 7.35x, 7.76x and 29.68x, respectively.\nUltimately, PINS stock has some severe fundamental issues to solve before it’s truly buy-worthy in my book. In this case, Palantir’s latest move has made a difference in my viewpoint.</p>\n<p><b>PLTR Stock Has a <a href=\"https://laohu8.com/S/NGD\">New</a> Catalyst</b></p>\n<p>On Aug. 17, it was reported that the company bought$50.7 billion in gold barsas part of its internal investment strategy.</p>\n<p>In an interview, COO Shyam Sankar stated that the purchase “reflects more of a worldview … You have to be prepared for a future with more black swan events.”</p>\n<p>When a fast-growing high-tech growth stock with a leading data analytics platform invests in a6,000 year old metal, it’s a notable event in my opinion. It seems counter-intuitive and contrarian, which makes the purchase even more attractive.</p>\n<p>$50 million in gold compared to PLTR’s $50 billion market cap may not move the needle in terms of inflation protection, but it’s a start and I expect more precious metal purchases going forward.</p>\n<p><b>The Role of Gold in the Market</b></p>\n<p>Still considered a rare element, gold is a precious metal that has been used for currency, jewelry and industrial applications for thousands of years.</p>\n<p>Gold was used as a standard for monetary policy in the U.S. and other countries for quite some time. But in 1971, this conceptfell out of favorand was replaced with a fiat, or paper, currency system.</p>\n<p>Physical gold and gold mining stocks like leading producer<b><a href=\"https://laohu8.com/S/NEM\">Newmont Mining</a></b>(NYSE:<b><u>NEM</u></b>) are often seen as a hedge against inflation. With inflationat the forefrontof everyone’s mind today, investors are seeking protection from rising prices.</p>\n<p>Gold pricesneared $2,000 per ouncein August 2020 as government stimulus ramped up to fight the negative effects of the Covid pandemic. However, the price recently dropped to about $1,800.</p>\n<p>Many investors are thinking cryptocurrencies might serve as inflation hedges and replace gold, but that has not come to fruition in any meaningful way.</p>\n<p><b>Palantir Saw Strong <a href=\"https://laohu8.com/S/QTWO\">Q2</a> Results</b></p>\n<p>Aside from its gold purchases and unique internal investment strategy, business results remain very strong.<a href=\"https://laohu8.com/S/TSS\">Total</a> revenues grew49% from the prior year with commercial revenue growing 90%.</p>\n<p>Cash flow from operations was $23 million, which represented a 6% margin. Adjusted free cash flow was $50 million, which was a 13% margin. Additionally, adjusted earnings per share was 4 cents during the quarter. However, GAAP EPS was a loss of 7 cents when you include stock compensation.</p>\n<p>Palantir closed 62 deals in the quarter that have a value of $1 million or more. 21 of those deals exceed $10 million in value.</p>\n<p>Full-year 2021 guidance was raised to an expected adjusted free cash flow of more than $300 million. That’s a significant increase from prior guidance of $150 million. The company continues to expect annual long-term revenue growth of 30% or greater through 2025.</p>\n<p><b>PLTR Stock Looks More Appealing Now</b></p>\n<p>PLTR stock is a decent buy for its forward-thinking attitude regarding its internal investment policies. I’m still not comfortable with the company’s high levels of stock compensation and lack of near-term profitability. Adjusted free cash flow was $50 million, which was a 13% margin. Additionally, adjusted earnings per share was 4 cents during the quarter. However, GAAP EPS was a loss of 7 cents when you include stock compensation.\nPalantir closed 62 deals in the quarter that have a value of $1 million or more. 21 of those deals exceed $10 million in value.\nFull-year 2021 guidance was raised to an expected adjusted free cash flow of more than $300 million. That’s a significant increase from prior guidance of $150 million. The company continues to expect annual long-term revenue growth of 30% or greater through 2025.\nPLTR Stock Looks More Appealing Now\nPLTR stock is a decent buy for its forward-thinking attitude regarding its internal investment policies. I’m still not comfortable with the company’s high levels of stock compensation and lack of near-term profitability. (Getty Images/iStockphoto)</span></p>\n<p>U.S. investors remain bullish, despite rumblings out of China and the spike in delta variant infections.</p>\n<p>Cloud companies — those at the forefront of the shift in computing power to distributed models over the internet — are expected to grow at a rapid clip over the next several years, and four of the five largest exchange traded funds covering the space are close to hitting record highs.</p>\n<p>Below is a screen of stocks held by those ETFs, showing which are expected to increase their sales the most through 2023. In an industry with many players at relatively early stages, increases in sales, rather than in earnings, might be the best driver of stock prices.</p>\n<p>To begin the screen, we looked at the five largest cloud ETFs:</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/36209ce827d95e822cad5128be8b146a\" tg-width=\"933\" tg-height=\"664\" width=\"100%\" height=\"auto\"><span>Source: FactSet</span></p>\n<p>ETFs might be your best way to take a broad approach for a long-term play on the cloud revolution. If you are interested in any ETF, you should review the fund manager’s website.</p>\n<p>Here’s a comparison of total returns through Aug. 4, along with those for the SPDR S&amp;P 500 ETF&nbsp;and the Invesco QQQ Trust&nbsp;(which tracks the Nasdaq-100 Index) for comparison:</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/242f135b3c7cca3cbaae3ee574023c1f\" tg-width=\"942\" tg-height=\"577\" width=\"100%\" height=\"auto\"><span>Source: FactSet</span></p>\n<p>The ETFs’ approaches differ. For example, the ARK Next Generation Internet ETF&nbsp;is the only one that is actively managed. The others track an index. It is also the only one that holds shares of Tesla Inc.,which makes up 10.65% of the portfolio, according to information posted by ARK Invest on Aug. 5. Tesla is an electric-vehicle manufacturer, but it can also be considered a cloud company because it distributes software updates over the internet continually, and offers other cloud-based services.</p>\n<p>Another holding unique to ARKW among the five cloud ETFs is Walt Disney Co.,which is certainly an important cloud player through its Disney+ streaming service, even if the company doesn’t say directly how much of its sales are derived from that rapidly growing segment.</p>\n<p>As part of its description of ARKW, FactSet says the following:</p>\n<p><i>“Broadly speaking, the ARKW’s managers appear focused on big buzzwords such as Internet of Things, cloud computing, digital currencies and wearable technology. While the fund’s focus may be appealing for investors with conviction in these new technologies, portfolio implementation is a more difficult task: Most of the companies developing these advancements are huge corporations for which nascent technologies are only a small fraction of total revenues. As such, it’s very difficult to get pure-play access to ARKW’s targeted technologies — so be sure to confirm that the fund’s holdings — not just its thesis — align with your view of the space.”</i></p>\n<p><b>Cloud-stock screen</b></p>\n<p>Together, the five cloud ETFs listed above hold 147 stocks. To project sales growth through 2023, we used calendar 2020 sales estimates as a baseline and then looked at consensus estimates among analysts polled by FactSet for the subsequent three years, if available. (The 2020 numbers are estimates, because many companies’ fiscal years don’t match the calendar.)</p>\n<p>To make sure we had a solid set of estimates, we confined the group to the 126 companies covered by at least five analysts polled by FactSet, for which consensus sales estimates for calendar 2020 through calendar 2023 are available.</p>\n<p>Here are the 20 companies projected to have the highest compound annual growth rates (CAGR) for sales through calendar 2023:</p>\n<p><img src=\"https://static.tigerbbs.com/517a23591cde159fb889ab80abc4bcc6\" tg-width=\"934\" tg-height=\"765\" width=\"100%\" height=\"auto\"><img src=\"https://static.tigerbbs.com/6af2cf5b5f9f0ce50f8f023ac7babc7f\" tg-width=\"935\" tg-height=\"717\" width=\"100%\" height=\"auto\"></p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/b88ebe72e09cb9ce3294269f0a4ae431\" tg-width=\"935\" tg-height=\"403\" width=\"100%\" height=\"auto\"><span>Source: FactSet</span></p>\n<p>There are actually 21 stocks listed, including Zillow Group Inc.’s Class A&nbsp;and Class C&nbsp;shares.</p>\n<p>It is interesting to see that the list is dominated by stocks held by ARKW. In an industry with many players at relatively early stages, increases in sales, rather than in earnings, might be the best driver of stock prices.\nTo begin the screen, we looked at the five largest cloud ETFs:\nSource: FactSet\nETFs might be your best way to take a broad approach for a long-term play on the cloud revolution. If you are interested in any ETF, you should review the fund manager’s website.\nHere’s a comparison of total returns through Aug. 4, along with those for the SPDR S&P 500 ETF and the Invesco QQQ Trust (which tracks the Nasdaq-100 Index) for comparison:\nSource: FactSet\nThe ETFs’ approaches differ. For example, the ARK Next Generation Internet ETF is the only one that is actively managed. The others track an index. It is also the only one that holds shares of Tesla Inc.,which makes up 10.65% of the portfolio, according to information posted by ARK Invest on Aug. 5. Tesla is an electric-vehicle manufacturer, but it can also be considered a cloud company because it distributes software updates over the internet continually, and offers other cloud-based services.\nAnother holding unique to ARKW among the five cloud ETFs is Walt Disney Co.,which is certainly an important cloud player through its Disney+ streaming service, even if the company doesn’t say directly how much of its sales are derived from that rapidly growing segment.\nAs part of its description of ARKW, FactSet says the following:\n“Broadly speaking, the ARKW’s managers appear focused on big buzzwords such as Internet of Things, cloud computing, digital currencies and wearable technology. While the fund’s focus may be appealing for investors with conviction in these new technologies, portfolio implementation is a more difficult task: Most of the companies developing these advancements are huge corporations for which nascent technologies are only a small fraction of total revenues. As such, it’s very difficult to get pure-play access to ARKW’s targeted technologies — so be sure to confirm that the fund’s holdings — not just its thesis — align with your view of the space.”\nCloud-stock screen\nTogether, the five cloud ETFs listed above hold 147 stocks. To project sales growth through 2023, we used calendar 2020 sales estimates as a baseline and then looked at consensus estimates among analysts polled by FactSet for the subsequent three years, if available. (The 2020 numbers are estimates, because many companies’ fiscal years don’t match the calendar.)\nTo make sure we had a solid set of estimates, we confined the group to the 126 companies covered by at least five analysts polled by FactSet, for which consensus sales estimates for calendar 2020 through calendar 2023 are available.\nHere are the 20 companies projected to have the highest compound annual growth rates (CAGR) for sales through calendar 2023:\n\nSource: FactSet\nThere are actually 21 stocks listed, including Zillow Group Inc.’s Class A and Class C shares.\nIt is interesting to see that the list is dominated by stocks held by ARKW. Or is this historically cyclical sector up to its old tricks and headed into a sustained downtrend that will rip your face off.</p>\n<p>A lot depends on your timeline but if you like to own stocks for years rather than rent them for days, the group is a buy. The chief reason: “It’s different this time.”</p>\n<p>Those are admittedly among the scariest words in investing. But the chip sector has changed so much it really is different now – in ways that suggest it is less likely to crush you.</p>\n<p>You’d be a fool to think there are no risks. I’ll go over those. But first, here are the three main reasons why the group is “safer” now – and six names favored by the half-dozen sector experts I’ve talked with over the past several days.</p>\n<p><b>1. The wicked witch of cyclicality is dead</b></p>\n<p>“Demand in the chip sector was always boom and bust, driven by product cycles,” says David Winborne, a portfolio manager at Impax Asset Management. “<a href=\"https://laohu8.com/S/FBNC\">First</a> PCs, then servers, then phones.” But now demand for chips has broadened across the economy so the secular growth story is more predictable, he says.</p>\n<p><a href=\"https://laohu8.com/S/JE\">Just</a> look around you. Because of the increased “digitalization” of our lives and work, there’s greater diversity of end market demand from all angles. Think remote office services like <a href=\"https://laohu8.com/S/ZM\">Zoom</a>, online shopping, cloud services, electric vehicles, 5G phones, smart factories, big data computing and even washing machines, points out Hendi Susanto, a portfolio manager and tech analyst at Gabelli Funds who is bullish on the group.</p>\n<p>“There is no aspect of the modern digital economy that can function without semiconductors,” says Motley Fool chip sector analyst John Rotonti. “That means more chips going into everything. The long-term demand is there.”</p>\n<p>He’s not kidding. Chip sector revenue will double by 2030 to $1 trillion from $465 billion in 2020, predicts William&nbsp;Blair&nbsp;analyst Greg Scolaro.</p>\n<p>All of this means the widespread supply shortages you’ve been hearing about “likely won’t be cured until sometime late next year,” says <a href=\"https://laohu8.com/S/BAC\">Bank of America</a> chip sector analyst Vivek Arya. “That’s not just our view, but <a href=\"https://laohu8.com/S/AONE.U\">one</a> confirmed by a majority of large customers.”</p>\n<p><b>2. The players have consolidated</b></p>\n<p>All up and down the production chain, from design through the various types of equipment producers to manufacturing, industry players have consolidated down into what Rotonti calls “earned” duopolies or monopolies.</p>\n<p>In chip design software, you have Cadence Design Systems&nbsp;and Synopsys.In production equipment, companies dominate specialized niches like ASML&nbsp;in extreme ultraviolet lithography&nbsp;(EUV). Manufacturing is dominated by Taiwan Semiconductor&nbsp;and Samsung Electronics.</p>\n<p>These companies earned their niche or duopoly status by being the best at what they do. This makes them interesting for investors. The consolidation also means players behave more rationally in terms of pricing and production capacity, says Rotonti.</p>\n<p><b>3. Profitability has improved</b></p>\n<p>This more rational behavior, combined with cost cutting, means profitability is now much higher than it was historically. “The economics of chip making has improved massively over past few years,” says Winbourne. Cash flow or EBITDA margins are often now over 30% whereas a decade ago they were in the 20% range.</p>\n<p>This has implications for valuation. Though chip stocks trade at about a market multiple, they appear cheap because they are better companies, points out Lamar Villere, portfolio manager with Villere &amp; Co. “They are not trading at a frothy multiple.”</p>\n<p><b>The stocks to buy</b></p>\n<p>Here are six names favored by chip experts I recently checked in with.</p>\n<p><b>New management plays</b></p>\n<p>Though Peter Karazeris, a senior equity research analyst at Thrivent, has reasons to be cautious on the group (see below), he singles out two companies whose performance may get a boost because they are under new management: Qualcomm&nbsp;and ON Semiconductor.</p>\n<p>Both have solid profitability. Qualcomm was recently hit by one-off issues like bad weather in Texas that disrupted production, but the company has good exposure to the 5G phone trend. <a href=\"https://laohu8.com/S/ON\">ON Semiconductor</a> is expanding beyond phones into new areas like autos, industrial and the Internet of Things connected-device space.</p>\n<p><b>A data center and gaming play</b></p>\n<p>Karazeris also singles out Nvidia,which gets a continuing boost from its exposure to data center and gaming device chip demand — because of its superior design prowess.</p>\n<p><b>Design tool companies</b></p>\n<p>Speaking of design, when companies like Qualcomm and NVIDIA want to design chips, they turn to the design tools supplied by Cadence Design Systems and <a href=\"https://laohu8.com/S/SNPS\">Synopsys</a>.</p>\n<p>Their software-based design tools help chip innovators create the blueprint for their chips, explains Rotonti at Motley Fool, who singles out these names. “They are not the fastest growers in the world, but they have good profit margins.” They also dominate the space.</p>\n<p><b>An EUV&nbsp;play</b></p>\n<p>To put those blueprints onto silicon in the early stages of chip production, companies like Taiwan Semiconductor and Samsung turn to ASML. Its machines use tiny bursts of light to stencil chip designs onto silicon wafers, in a process called extreme ultraviolet lithography. “No one else has figured out how to do it,” says Rotonti.</p>\n<p>In other words, it has a monopoly position in supplying machines that do this – which are necessary for any company that wants to make leading edge chips.</p>\n<p><b>Risks</b></p>\n<p>Here are some of the chief risks for chip sector investors to watch.</p>\n<p><b>Oversupply</b></p>\n<p>Chip production has become politicized. The U.S. wants more production at home so it is not vulnerable to disruptions in Chinese supply chains. <a href=\"https://laohu8.com/S/CAAS\">China</a> wants to make 70% of the chips it uses by 2025, up from 5% now, says Winborne.</p>\n<p>The upshot here is that there’s lots of government support to boost manufacturing – so there will be much more of it. The risk is oversupply at some point in the future. This might also create a pull forward in chip equipment purchases — leading to a lull down the road which could hurt sales and margin trends at equipment makers.</p>\n<p>Next, big tech companies like Alphabet,Apple&nbsp;and Ammazon.com&nbsp;are all doing their own chip design, which threatens specialized chip companies that do the same thing.</p>\n<p><b><a href=\"https://laohu8.com/S/QTM\">Quantum</a> computing</b></p>\n<p>Computers using chip designs based on quantum physics instead of traditional semiconductor architectures have superior performance, points out Scolaro at William Blair. “While it probably won’t become mainstream for at least another five years, quantum computing has the potential to transform everything from technology to healthcare.”</p>\n<p><b>A disturbing signal</b></p>\n<p>A blend of global purchasing managers (PMI) indexes peaked in April and then decelerated for three months. Meanwhile chip sales growth continued. Normally the two follow the same trend, points out Karazeris, who tracks this indicator at Thrivent. He chalks the divergence up to inventory building which is less sustainable than true end-market demand. So, he takes the divergence as a bearish signal for the chip sector.</p>\n<p>Another cautionary sign comes from the forecasted weakness in pricing for dynamic random-access memory&nbsp;(DRAM) chips. “These are typically things you see at tops of cycles not the bottoms,” says Karazeris.</p>\n<p>But it’s also possible the slowdown in the global PMI is more a reflection of chip shortages than a sign that the shortages aren’t real (and are just inventory building). “The divergence doesn’t necessarily mean that chip orders are going to roll over and die. It means chip manufacturing has to catch up,” says Leuthold economist and strategist Jim Paulsen.</p>\n<p>Ford,for example, just announced it had to curtail production because of chip shortages, not a shortfall in underlying demand.</p>\n<p>Paulsen predicts decent economic growth is sustainable because of factors like high savings rates, the rebound in employment and incomes as well as pent-up demand for big ticket items. The players have consolidated\nAll up and down the production chain, from design through the various types of equipment producers to manufacturing, industry players have consolidated down into what Rotonti calls “earned” duopolies or monopolies.\nIn chip design software, you have Cadence Design Systems and Synopsys.In production equipment, companies dominate specialized niches like ASML in extreme ultraviolet lithography (EUV). Manufacturing is dominated by Taiwan Semiconductor and Samsung Electronics.\nThese companies earned their niche or duopoly status by being the best at what they do. This makes them interesting for investors. The consolidation also means players behave more rationally in terms of pricing and production capacity, says Rotonti.\n3. Profitability has improved\nThis more rational behavior, combined with cost cutting, means profitability is now much higher than it was historically. “The economics of chip making has improved massively over past few years,” says Winbourne. Cash flow or EBITDA margins are often now over 30% whereas a decade ago they were in the 20% range.\nThis has implications for valuation. Though chip stocks trade at about a market multiple, they appear cheap because they are better companies, points out Lamar Villere, portfolio manager with Villere & Co. “They are not trading at a frothy multiple.”\nThe stocks to buy\nHere are six names favored by chip experts I recently checked in with.\nNew management plays\nThough Peter Karazeris, a senior equity research analyst at Thrivent, has reasons to be cautious on the group (see below), he singles out two companies whose performance may get a boost because they are under new management: Qualcomm and ON Semiconductor.\nBoth have solid profitability. Qualcomm was recently hit by one-off issues like bad weather in Texas that disrupted production, but the company has good exposure to the 5G phone trend. ON Semiconductor is expanding beyond phones into new areas like autos, industrial and the Internet of Things connected-device space.\nA data center and gaming play\nKarazeris also singles out Nvidia,which gets a continuing boost from its exposure to data center and gaming device chip demand — because of its superior design prowess.\nDesign tool companies\nSpeaking of design, when companies like Qualcomm and NVIDIA want to design chips, they turn to the design tools supplied by Cadence Design Systems and Synopsys.\nTheir software-based design tools help chip innovators create the blueprint for their chips, explains Rotonti at Motley Fool, who singles out these names. “They are not the fastest growers in the world, but they have good profit margins.” They also dominate the space.\nAn EUV play\nTo put those blueprints onto silicon in the early stages of chip production, companies like Taiwan Semiconductor and Samsung turn to ASML. Its machines use tiny bursts of light to stencil chip designs onto silicon wafers, in a process called extreme ultraviolet lithography. “No one else has figured out how to do it,” says Rotonti.\nIn other words, it has a monopoly position in supplying machines that do this – which are necessary for any company that wants to make leading edge chips.\nRisks\nHere are some of the chief risks for chip sector investors to watch.\nOversupply\nChip production has become politicized. The U.S. wants more production at home so it is not vulnerable to disruptions in Chinese supply chains. China wants to make 70% of the chips it uses by 2025, up from 5% now, says Winborne.\nThe upshot here is that there’s lots of government support to boost manufacturing – so there will be much more of it. The risk is oversupply at some point in the future. This might also create a pull forward in chip equipment purchases — leading to a lull down the road which could hurt sales and margin trends at equipment makers.\nNext, big tech companies like Alphabet,Apple and Ammazon.com are all doing their own chip design, which threatens specialized chip companies that do the same thing.\nQuantum computing\nComputers using chip designs based on quantum physics instead of traditional semiconductor architectures have superior performance, points out Scolaro at William Blair. “While it probably won’t become mainstream for at least another five years, quantum computing has the potential to transform everything from technology to healthcare.”\nA disturbing signal\nA blend of global purchasing managers (PMI) indexes peaked in April and then decelerated for three months. Meanwhile chip sales growth continued. Normally the two follow the same trend, points out Karazeris, who tracks this indicator at Thrivent. He chalks the divergence up to inventory building which is less sustainable than true end-market demand. So, he takes the divergence as a bearish signal for the chip sector.\nAnother cautionary sign comes from the forecasted weakness in pricing for dynamic random-access memory (DRAM) chips. “These are typically things you see at tops of cycles not the bottoms,” says Karazeris.\nBut it’s also possible the slowdown in the global PMI is more a reflection of chip shortages than a sign that the shortages aren’t real (and are just inventory building). “The divergence doesn’t necessarily mean that chip orders are going to roll over and die. It means chip manufacturing has to catch up,” says Leuthold economist and strategist Jim Paulsen.\nFord,for example, just announced it had to curtail production because of chip shortages, not a shortfall in underlying demand.\nPaulsen predicts decent economic growth is sustainable because of factors like high savings rates, the rebound in employment and incomes as well as pent-up demand for big ticket items.
