While it’s still early in the recovery, he wrote, “increased comfort” around corporate and trans-Atlantic revenue, combined with the carrier’s plans to strengthen its balance sheet, are driving “increased conviction” in earnings for 2022.</p>\n<p>American is expecting a robust recovery in domestic business revenue, McKenzie noted, and its international routes offer exposure to pent-up business demand in the U.K., Europe, and Brazil; American has a new code-sharing agreement with the Brazilian domestic carrier GOL Linhas Aereas Inteligentes (GOL).</p>\n<p>American has cut labor and operating costs, partly by removing 157 planes from its fleet and improving operating efficiencies with only four major aircraft models. The carrier has also developed strategic partnerships with JetBlue Airways (JBLU) and Alaska Air (ALK), deals that could add $1 billion in 2022 revenue, McKenzie estimated.</p>\n<p>The carrier could lift margins as well by winnowing its massive debt, including $36 billion of long-term debt and leasing liabilities on its balance sheet. American said this week that it aims to cut its debt by $15 billion over the next four years, taking a big chunk of liabilities off its books.</p>\n<p>McKenzie estimated that American will post earnings per share of $3.50 in 2023, potentially hitting $4 to $4.50 if partnerships with JetBlue and Alaska pan out. At his target of $27, the stock would still trade at merely 6 times EPS of $3.50.</p>\n<p>All that said, American’s common equity is now worth just $14 billion—or 39% of its long-term debt. And there are no guarantees that American won’t continue to dilute its shares, as it’s done throughout the pandemic, as it aims to ramp up capacity and compete for more revenue in a recovery.</p>\n<p>American’s high-volume strategy could also run into headwinds if the demand climate doesn’t cooperate.</p>\n<p>New coronavirus cases are soaring, again with the Delta variant taking root in the U.S., Europe, and other regions. Australia and New Zealand has suspended their travel corridor, and the U.S. has yet to allow travel from Europe, Brazil, India, and China for noncitizens.</p>\n<p>Airline stocks have been grounded for months, moreover, consolidating gains from late 2020 as vaccinations became widespread and travel demand started to rise. The sector is down 10% in the last three months against a 4.5% return for the S&amp;P 500.</p>\n<p>Nonetheless, analysts are raising earnings estimates across the sector after a slew of relatively upbeat earnings reports from carriers such as Delta Air Lines (DAL), United Airlines Holdings (UAL) and Southwest Airlines (LUV).</p>\n<p>Along those lines, Cowen’s Helane Becker raised her target on American to $23 while maintaining a Market Perform rating. Her 2023 EPS estimate is well below McKenzie’s, at $2.55, though. At her $23 target, the stock would trade at 9 times earnings.</p>\n<p>Bernstein analystDavid Vernonalso liked American’s report, writing that, “if anything, the guidance is more bullish than we expected.” He maintained an Outperform rating and $28 target.</p>\n<p>JP Morgan ‘s Jamie Baker also lifted estimates on American, though he’s staying bearish. While he hiked his target to $17 from $14 and lifted his 2022 EPS target to $1.95 from $1.65, he maintained an Underweight rating.</p>\n<p>“We do not believe the company’s balance sheet strategy has been prudent, especially given the current turbulent environment, and we see better value elsewhere in our coverage,” Baker wrote.</p>\n<p>Betting against American has been the wrong call this year, though. The stock is up 35% this year, trouncing the 13.5% gain for the NYSE Arca Airline Index. In fact, no other airline stock has comes close—the next best performer has been Spirit Airlines (SAVE) at 14.3%.</p>\n<p>Investors appear to have viewed American as a fixer-upper that’s managed to renovate its house enough to compete as demand recovers. The fund would seek to track the inverse performance of the $23 billion ARK Innovation ETF (ticker: ARKK) through swaps contracts, according to a filing with the Securities and Exchange Commission.</p>\n<p>Inverse ETFs have been around a long time, but most bet against a broad-market index or particular sector, rather than an actively managed portfolio like ARK’s. “As far as I’m aware, it’s unprecedented,” said Ben Johnson, director of global exchange-traded fund research for Morningstar.</p>\n<p>It’s not the first time that Wall Street broke norms in order to tap on investors’ surging interest—whether bullish or bearish—in ARK and its stock-picking CEO, Cathie Wood.</p>\n<p>Earlier this year, big investment banks started issuing&nbsp;structured notes tied to the firm’s actively managed ETFs. These debt securities involve complicated derivatives trades that promise some participation in the underlying assets’ gains but a certain level of downside protection<b>.</b>They are traditionally tied to single stocks or indexes like the&nbsp;S&amp;P 500.</p>\n<p>The filing for the Short ARKK ETF came as ARK funds are struggling to repeat their spectacular performance of last year. The ARK Innovation ETF, for example, gained roughly 150% in 2020 as one of the top-performing ETFs of the year. Year to date, it’s down 4.4%,after plunging 24% from the February peak.</p>\n<p>Some investors think Wood’s heavy bets on&nbsp;highflying tech stockslike&nbsp;Tesla(TSLA) and&nbsp;Square(SQ) have made the fund’s portfolio&nbsp;too expensive and risky, which has weighed on its performance this year as investors favored the cheaper cyclical stocks that could benefit from the postpandemic recovery.</p>\n<p>ARK did not respond to a request for comment.</p>\n<p>Even for investors skeptical about Wood’s penchant for innovation stocks, though, buying an anti-ARK ETF might not be the smartest thing to do. Anyone that doesn’t like the ARK funds can simply not buy them. Shorting them could bring more risks than the potential rewards.</p>\n<p>“The odds you’re going to profit from those bearish beliefs by short selling these funds are pretty small,” said Morningstar’s Johnson, “The upside is limited, the best you can get is a 100% return on your investment, and that’s assuming ARK will run its portfolios to the ground, which isn’t going to happen. On the other hand, the worst that could happen is that if ARK has another year like they did last year. You’ll get absolutely torched.”</p>\n<p>Still, ARK doubters already&nbsp;are borrowing shares and selling the short&nbsp;themselves. According to data from FactSet, short interest in the ARK Innovation ETF has increased to nearly 10% of its total floating shares, up from 2% at the beginning of the year.</p>\n<p>Many noninstitutional investors don’t have the capability or channel to short stocks or ETFs themselves, and Tuttle Capital Management sees an opportunity here. “Clearly there is an increased appetite to short unprofitable tech,” Matt Tuttle, the firm’s chief executive officer, told Barron’s in an email, “The goal there was to create tools for investors to express a view.”</p>\n<p>The newly filed Short ARKK ETF plans to charge a 0.75% operating expense, mirroring the expense ratio of the ARK Innovation ETF. Compared to a simple inverse fund tracking a stock index or commodity, the fund might have a harder time returning the exact inverse of ARK Innovation’s performance, said Johnson<b>:</b>“You are betting against a moving target, and in theory, there’s going to be some degree of slippage when you try to do that.”</p>\n<p>To be sure, the Short ARKK ETF is still in filing. The fund would seek to track the inverse performance of the $23 billion ARK Innovation ETF (ticker: ARKK) through swaps contracts, according to a filing with the Securities and Exchange Commission.\nInverse ETFs have been around a long time, but most bet against a broad-market index or particular sector, rather than an actively managed portfolio like ARK’s. “As far as I’m aware, it’s unprecedented,” said Ben Johnson, director of global exchange-traded fund research for Morningstar.\nIt’s not the first time that Wall Street broke norms in order to tap on investors’ surging interest—whether bullish or bearish—in ARK and its stock-picking CEO, Cathie Wood.\nEarlier this year, big investment banks started issuing structured notes tied to the firm’s actively managed ETFs. These debt securities involve complicated derivatives trades that promise some participation in the underlying assets’ gains but a certain level of downside protection.They are traditionally tied to single stocks or indexes like the S&P 500.\nThe filing for the Short ARKK ETF came as ARK funds are struggling to repeat their spectacular performance of last year. The ARK Innovation ETF, for example, gained roughly 150% in 2020 as one of the top-performing ETFs of the year. Year to date, it’s down 4.4%,after plunging 24% from the February peak.\nSome investors think Wood’s heavy bets on highflying tech stockslike Tesla(TSLA) and Square(SQ) have made the fund’s portfolio too expensive and risky, which has weighed on its performance this year as investors favored the cheaper cyclical stocks that could benefit from the postpandemic recovery.\nARK did not respond to a request for comment.\nEven for investors skeptical about Wood’s penchant for innovation stocks, though, buying an anti-ARK ETF might not be the smartest thing to do. Anyone that doesn’t like the ARK funds can simply not buy them. Shorting them could bring more risks than the potential rewards.\n“The odds you’re going to profit from those bearish beliefs by short selling these funds are pretty small,” said Morningstar’s Johnson, “The upside is limited, the best you can get is a 100% return on your investment, and that’s assuming ARK will run its portfolios to the ground, which isn’t going to happen. That compares to shockingly large estimated increases in industrial sector profits of more than 570%, and energy industry profits, up 220%. Earnings for the financial and materials sectors are expected to be up more than 100% each.\nThose huge gains and expected earnings beats should be a positive for some cyclical stocks this quarter. Earnings season kicks off Tuesday with reports fromJPMorgan Chase,Goldman Sachs,andPepsiCo.\nThis earnings season will be the period where the tug of war that’s been a factor in the stock market, between cyclical and growth trades, is due to play out very clearly in the earnings numbers. Inflationary pressures, negative for tech stock performance, are expected to help boost cyclical earnings growth in the rebound, as companies face rising input costs but also up their prices.\n“I think what you’re going to see is a very unusual kind of contradiction between the data and the narrative,” said Jonathan Golub, chief U.S. equity strategist at Credit Suisse. “What companies are going to say is they are facing shortages and rising input costs and other things which are constraints to their success. And then what you’re going to see is massive beats and the biggest portions coming from higher margins. They’re not going to try to reconcile it.”\nGolub expects companies to provide detail on rising costs and supply shortages but not as much information on how much they are raising prices or how broadly.\n“If you listen to what the CFOs are going to say, you’re going to think the earnings are terrible, but if you look at the results, they’re going to be magnificent,” he said.\nBut ultimately, it’s tech and growth that will prove to be the best performers profit-wise over the long haul. “Their own earnings revisions for themselves are still good. They’re not deteriorating. They’re solid. They’re not getting worse. They’re not accelerating in this ridiculous way. They’re on the same solid trajectory they’ve been on,” said Brian Rauscher, Fundstrat head of global portfolio strategy.\nRauscher expects the trend to revert back to tech as the better earnings performer in two quarters from now, when cyclical airline stocks or industrial stocks like Caterpillar will see earnings growth back in the single digits. “Tech will keep growing at 25%,” he said.\nHe says economic growth will have slowed to a more normalized and sustained pace. By then it will be more apparent whether inflation is temporary or not.\n“If they are unable to pass along price increases, it will hit the earnings,” he said.\nGolub points out that tech profits in last year’s second quarter actually increased by 3.3% from 2019, as cyclical earnings plunged 85% in the same period. The 2021 second quarter earnings growth estimate for tech is 34.2%, while some cyclical earnings will rebound by more than 570% just to get back to even with 2019.\n“It says one of these is a near term trade, and one of them is a long term trade,” said Golub. “Once the supply chain issues are gone, [cyclicals] are going to be unimpressive.”\nEven with the push pull of tech and growth versus cyclical trades, strategists say the earning season should be good for the stock market.\n“I think the numbers will be very good, and it’ll be supportive for markets,” said Rauscher. He said some investors may be concerned that a peak period of earnings this quarter will lead to a market decline but he doesn’t expect that to be the case.\n“Obviously, the numbers are going to be outsized because we have that weird comparison from last year. I think the important thing is going to be the return of guidance,” Rauscher said. Both he and Golub say they expect earnings to beat to the upside.\n“I think the analysts have underestimated the improvement in operating leverage,” Rauscher While it’s still early in the recovery, he wrote, “increased comfort” around corporate and trans-Atlantic revenue, combined with the carrier’s plans to strengthen its balance sheet, are driving “increased conviction” in earnings for 2022.</p>\n<p>American is expecting a robust recovery in domestic business revenue, McKenzie noted, and its international routes offer exposure to pent-up business demand in the U.K., Europe, and Brazil; American has a new code-sharing agreement with the Brazilian domestic carrier GOL Linhas Aereas Inteligentes (GOL).</p>\n<p>American has cut labor and operating costs, partly by removing 157 planes from its fleet and improving operating efficiencies with only four major aircraft models. The carrier has also developed strategic partnerships with JetBlue Airways (JBLU) and Alaska Air (ALK), deals that could add $1 billion in 2022 revenue, McKenzie estimated.</p>\n<p>The carrier could lift margins as well by winnowing its massive debt, including $36 billion of long-term debt and leasing liabilities on its balance sheet. While he hiked his target to $17 from $14 and lifted his 2022 EPS target to $1.95 from $1.65, he maintained an Underweight rating.</p>\n<p>“We do not believe the company’s balance sheet strategy has been prudent, especially given the current turbulent environment, and we see better value elsewhere in our coverage,” Baker wrote.</p>\n<p>Betting against American has been the wrong call this year, though. The stock is up 35% this year, trouncing the 13.5% gain for the NYSE Arca Airline Index.
