Notice by this measure that valuations were not all that stretched in 1966. Yet there still followed a 17-year bear market, as measured from the peak back to where it started.</p>\n<p><img src=\"https://static.tigerbbs.com/ad62168f364b6064cebd61dcdba23c5b\" tg-width=\"1200\" tg-height=\"596\"></p>\n<p><i>Source: CurrentMarketValuation.com</i></p>\n<p>This next one is unusual: <b>valuation as measured by mean reversion</b>. Mean reversion is the fairly unsophisticated concept that \"what goes up must come down.\"</p>\n<p>While the market’s day-to-day movements are chaotic, long-term stockmarket returnstend to follow somewhat predictable upward trends. But they can also deviate from the trend for years or even decades.</p>\n<p>This isn’t a trading strategy. But it's still a useful indicator of overall market valuation relative to the past.</p>\n<p><b>What's Different Now</b></p>\n<p>This is not your father’s or your grandfather’s (if he was alive in 1929) overvalued market.</p>\n<p>There are two major differences…</p>\n<p>First, in the dot-com era, the Federal Reserve had let loose the dogs of easymonetary policygoing into the Y2K event. That was appropriate given the uncertainty, but it clearly helped send already overvalued markets to extremes.</p>\n<p>We had day traders piling into anything that looked like an internet stock, speculations, really easy money, and so forth. Then after January 1 passed uneventfully, Greenspan appropriately reversed the Fed’s monetary policy. Oops.</p>\n<p>And now we have enormous federal government stimulus, soon to be about 25% of GDP in less than a year. That money ends up somewhere, but its impact is still unclear. There is no historical parallel to consider.</p>\n<p><b>Overvalued Market... But Perhaps Not Overpriced</b></p>\n<p>Jerome Powell is not Alan Greenspan.</p>\n<p>Powell and his colleagues have made it very clear they will keep monetary policy loose and rates low for a very long time.Inflationis well down their worry list. Their top concern is unemployment, which is indeed a real problem.</p>\n<p>The Fed is telling us it will let inflation get to 3% or more. They are looking at the average inflation over time, which means they can justify doing anything they want.</p>\n<p>What they want is lowrates, even if it overheats the economy, until unemployment returns to where it was before the pandemic.</p>\n<p>If they really mean that, then we are going to have low rates for a very long time, as unemployment is a bigger problem than most people think.</p>\n<p>It also means, maybe not coincidentally, the US Treasury will find it easier to refinance an ever-increasing federal deficit.</p>\n<p>But persistent low rates might mean stock market valuations are actually in the fair value range.</p>\n<p><img src=\"https://static.tigerbbs.com/cef10f8c196ce434aeffb1b04642aa49\" tg-width=\"1200\" tg-height=\"596\" referrerpolicy=\"no-referrer\"></p>\n<p>Look at this chart showing S&P 500 value relative to interest rates. Interest rates are 1.6 standard deviations below the trendline.</p>\n<p>That suggests that the S&P 500 may not be so overpriced.</p>\n<p>While valuations tell us nothing about short-term market moves, they are actually pretty good at longer-term returns.</p>\n<p>That being said, some smart people I follow see pockets of undervaluation (at least relative to the US) in more than a few places. That was appropriate given the uncertainty, but it clearly helped send already overvalued markets to extremes.\nWe had day traders piling into anything that looked like an internet stock, speculations, really easy money, and so forth. Then after January 1 passed uneventfully, Greenspan appropriately reversed the Fed’s monetary policy. But Perhaps Not Overpriced\nJerome Powell is not Alan Greenspan.\nPowell and his colleagues have made it very clear they will keep monetary policy loose and rates low for a very long time.Inflationis well down their worry list. Their top concern is unemployment, which is indeed a real problem.\nThe Fed is telling us it will let inflation get to 3% or more. They are looking at the average inflation over time, which means they can justify doing anything they want.\nWhat they want is lowrates, even if it overheats the economy, until unemployment returns to where it was before the pandemic.\nIf they really mean that, then we are going to have low rates for a very long time, as unemployment is a bigger problem than most people think.\nIt also means, maybe not coincidentally, the US Treasury will find it easier to refinance an ever-increasing federal deficit.\nBut persistent low rates might mean stock market valuations are actually in the fair value range.\n\nLook at this chart showing S&P 500 value relative to interest rates. But Paulsen believes it’s more likely the group will endure through higher rates.\n“It might have less to do with yields than it does with just facing a glass ceiling,” he added. “I’mnot totally convinced that we’re breaking down. We might just be hitting the ceiling, bouncing down for a minute and maybe going to take it out yet at some point here in the future.”\nPaulsen contends Big Tech and growth, which he classifies as “New-Era” stocks, will retain their attractiveness to investors.\n“If it does ultimately achieve a new relative-price high, might its leadership persevere and perhaps even strengthen? That is what happened the last two times the Nasdaq spent multiple years as an underperformer,” he wrote.\nDespite his optimism, Paulsen acknowledges it’s reasonable to expect a phase of underperformance, consolidation or even a temporary meltdown.\n“It’s important to realize that we’re just one year into this new economic expansion — probably both the expansion and the bull market are going to be a multi-year event in which tech will continue to play a fairly dominant role,” he said. “During the periods of time where cyclicality takes a hit and it’s going to in periods, I think tech is going to hold up your portfolio.”\nSo, Paulsen, who oversees about $1 billion in assets under management, isn’t bailing on Big Tech.\n“We’re underweighted tech, but not by a lot,” said Paulsen, who is overweight areas such as small caps, value and international stocks. “It’s likely to underperform over the next year as the economy really booms here, but I’m not totally sold that it will.”\nOn “Trading Nation” last September,Paulsen,a long-time market bull, recommended taking advantage of Wall Street pessimism while you still can. But we’re now well through the worst of the valuation adjustment for the banks,” he said.\nGarner also noted Australia’s growth is rebounding “very significantly” and said the country is “one of the geographies that’s probably handled the Covid situation better than elsewhere.”\nAustralia’s economy expanded at a faster-than-expected pace in the fourth quarter of 2020, and there are signs that 2021 has started on a firm footing too, helped by massive monetary and fiscal stimulus.\nThe economy accelerated 3.1% in the three months to December, data from the Australian Bureau of Statistics showed.\nIndia: V-shaped bounce\nSimilarly, Garner is bullish on India’s management of the pandemic, saying that it has handled the crisis better than some countries in Latin America and the Middle East.\nAccording to data compiled by Johns Hopkins University,India has the second highest number of Covid-19 cases, behind only the United States. It's expensive stocks, and some of those happen to be in the tech bucket. There's also expensive stocks in biotech, and there's expensive stocks even in nontech groups. And what's really changed in the last two or three months is that the bond market has woken up to the idea that actually the back end is going to move out, and so the narrative three months ago was that 'rates can't go up, they won't go up, the Fed won't let it happen.' But here we are, 1.5%, 1.6% [for the 10-year]. And so now the equity market is accepting this idea that it was inevitable. And we're adjusting. So I don't think this is the end of the bull market or the end of tech stocks per se, but it was an adjustment that was very necessary.\"\nDavid Kostin, chief U.S. equity strategist at Goldman Sachs, said tech is still a longer-term bet.\n\"The issue really is what's happening on the margin. We have huge fiscal stimulus coming, likely to be signed in the next day or so. We're likely to have very significant improvement in the vaccination process, more than 2 million people a day. So those things are about nearer-term activity, and that really does benefit an improvement of business fundamentals for some of the near-term, more cyclical-related stocks in the recovery trade, if you will. So if you want to think about longer term, sure, technology, secular growth, those are definitely tapping into some of the evolutions in what's happening in the economy, but near term, tactically it's likely to be cyclical.\"\nJim Grant, founder and editor of Grant's Interest Rate Observer, broke down the bond market.\n\"We have been in a 40-year bull market in bonds. Almost no one living on Wall Street today has any recollection of interest rates rising. We are predisposed to assume that rates go down, that seems natural. ... They are remarkably low when adjusted for inflation. As measured since 1962, as a saver, you'd get over 2.5 almost percentage points of real inflation-adjusted yield by owning the 10-year Treasury. Today you get exactly no real interest. ... So the value proposition for the 10-year Treasury, to me, is absolutely barren. There's nothing to be said as an investment for them.\"\nGabriela Santos, global market strategist at JPMorgan Asset Management, said it all comes back to earnings.\n\"I think one of the points we make is we're coming into this year with a much better outlook but with stretched valuations. So returns this year are really going to come from the change in earnings, and it's really the cyclical parts of the market that will see the biggest delta in earnings this year versus last year. Those are the kind of sectors that can absorb rising yields, that can really tap into this improvement in the economy. So just an example, financials will see a 40 percentage-point change in earnings, consumer discretionary 70 percentage points. If we look at health care, only 2 percentage points. Tech only 10%. But Paulsen believes it’s more likely the group will endure through higher rates.\n“It might have less to do with yields than it does with just facing a glass ceiling,” he added. “I’mnot totally convinced that we’re breaking down. We might just be hitting the ceiling, bouncing down for a minute and maybe going to take it out yet at some point here in the future.”\nPaulsen contends Big Tech and growth, which he classifies as “New-Era” stocks, will retain their attractiveness to investors.\n“If it does ultimately achieve a new relative-price high, might its leadership persevere and perhaps even strengthen? That is what happened the last two times the Nasdaq spent multiple years as an underperformer,” he wrote.\nDespite his optimism, Paulsen acknowledges it’s reasonable to expect a phase of underperformance, consolidation or even a temporary meltdown.\n“It’s important to realize that we’re just one year into this new economic expansion — probably both the expansion and the bull market are going to be a multi-year event in which tech will continue to play a fairly dominant role,” he said. “During the periods of time where cyclicality takes a hit and it’s going to in periods, I think tech is going to hold up your portfolio.”\nSo, Paulsen, who oversees about $1 billion in assets under management, isn’t bailing on Big Tech.\n“We’re underweighted tech, but not by a lot,” said Paulsen, who is overweight areas such as small caps, value and international stocks. “It’s likely to underperform over the next year as the economy really booms here, but I’m not totally sold that it will.”\nOn “Trading Nation” last September,Paulsen,a long-time market bull, recommended taking advantage of Wall Street pessimism while you still can.
